Operating cash flow improved substantially, but reflected working-capital movements: accounts payable rose $105.4 million and customer advances rose $40.6 million, while inventory increased $86.4 million. Material changes versus 2011

  • Gross margin expanded by 3.2 percentage points, which management attributed mainly to sourcing economies of scale and improved supplier bargaining power.
  • Fulfillment expense fell from 20.0% to 13.9% of revenue as regional warehouses and local couriers improved delivery-cost efficiency; marketing expense fell from 6.7% to 4.7% of revenue.
  • General and administrative expense declined from $84.6 million to $25.5 million, largely because share-based compensation fell from $73.9 million to $7.6 million. The 2011 charge included accelerated vesting of founders’ shares.
  • Inventory write-downs increased to $12.2 million from $1.7 million, reflecting higher inventory and a more comprehensive write-down assessment policy.
  • The company reported its first quarterly after-tax profit in Q4 2012, but remained loss-making for the full year.

Outlook, risks and unusual items

  • Management expected cash, operating cash flows and proceeds from the March 2013 follow-on offering to cover working capital and capital expenditure needs for the next 12 months. No specific revenue or earnings guidance was provided. Capital expenditures were expected to rise significantly in 2013 and 2014 for fulfillment, website and IT expansion.
  • The March 2013 follow-on offering generated approximately $90.5 million in net proceeds to the company; the offering also included selling-shareholder shares. Management planned to use offering proceeds for logistics, IT, mobile channels and general purposes.
  • Key risks include the VIE structure and uncertainty in PRC regulation; reliance on brand suppliers and third-party delivery providers; competition, inventory obsolescence and product returns; and the ability to scale logistics and technology while sustaining margins.
  • Other exposures include $85.2 million of minimum operating lease payments, $2.2 million accrued for underpaid employee benefits, and potential penalties or interest that management considered not probable and therefore did not accrue. The company reported no material pending litigation known to management.
  • Management said a prior material weakness in U.S. GAAP reporting controls had been remediated, but identified a 2012 significant deficiency in the e-Wallet calculation system and planned remediation. A January 2013 website outage during unusually heavy campaign traffic was resolved.
  • The company did not maintain business interruption, general third-party liability or product liability insurance. Its auditor stated that it was not required to audit, and was not engaged to audit, internal-control effectiveness; the filing also describes limits on PCAOB inspection of auditors in China.

Important facts for investors to verify

  • Whether subsequent results confirm sustainable profitability and positive operating cash generation, given the full-year loss and dependence of 2012 cash flow on payables and customer advances.
  • Inventory levels, aging, returns and the adequacy of the $12.2 million write-down; also monitor whether supplier payment and return terms remain favorable.
  • Progress on logistics and IT investment, fulfillment costs, and remediation of the e-Wallet control deficiency.
  • Any changes in PRC licensing or enforcement affecting the VIE arrangements, including required permits for the company’s own delivery operations.
  • Whether accrued employee-benefit shortfalls, lease commitments and other contingencies result in additional cash costs or penalties.
