  • Foreign exchange reduced reported operating profit by $29 million in the quarter and $70 million year to date. YUM’s year-to-date reported results also include $99 million of net Special Item expense, principally refranchising-related losses and costs under the KFC U.S. agreement.

Outlook, commentary and notable items

  • Management revised its full-year 2015 EPS outlook before Special Items to approximately flat to low-single-digit growth, down from its earlier expectation of at least 10% growth. The change reflected weaker-than-expected China trends and an additional 1–2 percentage points of foreign-exchange headwind.
  • Management estimated fourth-quarter China same-store sales growth of 0%–4%, with positive KFC and negative Pizza Hut Casual Dining sales; full-year China same-store sales were expected to be low-single-digit negative and China operating profit approximately flat year over year excluding foreign exchange. Management cited material volatility in China sales.
  • The KFC U.S. Acceleration Agreement entails approximately $125 million of investment over three years, primarily for franchisee equipment and remodel incentives. YUM recorded $31 million year to date, expected approximately $80 million of charges in 2015, with the balance in 2016–2017; it also committed $60 million to incremental system advertising over the period.
  • YUM sold Mexico real estate for approximately $58 million on September 28, after quarter-end. It had recorded $80 million of year-to-date refranchising losses associated with the planned sale, including accumulated currency translation losses.
  • Contingencies include lease guarantees with approximately $600 million of potential undiscounted payments (present value approximately $500 million); the recorded probable exposure was not material. Taco Bell wage-and-hour litigation remains ongoing; the company had accrued an estimated loss but could not estimate potential losses beyond the amount provided. Other legal matters were not expected to have a material adverse effect, according to management.
  • The interim statements were reviewed, not audited. Management reported effective disclosure controls and no material changes to internal control during the quarter.

Important facts for investors to verify

  • Whether China sales trends and the revised full-year EPS outlook developed as management projected; YUM planned monthly China same-store sales reporting beginning in October.
  • How much of the gap between GAAP and pre-Special-Item EPS is recurring versus unusual, including the final costs and outcomes of the Mexico sale and KFC U.S. investment program.
  • Whether cash generation, debt levels, the 2017 revolving facility maturity, dividends and repurchases remain supportable under the company’s operating outlook.
  • Updates to Taco Bell wage-and-hour litigation, lease guarantees and other contingencies, including any change in accrued exposure.
