Mistras Group, Inc. — FY2014 Form 10-K

Reporting period: Fiscal year ended May 31, 2014, compared primarily with fiscal 2013. Although the request labels the period “2013 Q4,” this filing reports the full fiscal year, including fourth-quarter results.

Business context

Its three segments are Services, International, and Products and Systems. Services generated about 71% of FY2014 revenue. Operating cash flow declined $6.6 million year over year, largely reflecting working-capital use: accounts receivable increased about $28.6 million as sales expanded. Investing used $38.0 million, including $21.9 million for acquisitions and $16.9 million in capital expenditures. The $125 million revolving facility had $61.1 million drawn and $3.5 million in letters of credit at year-end, leaving $60.4 million of available capacity. Mistras reported compliance with its credit covenants.

Material changes and notable items

  • International revenue increased 27%, largely from acquisitions; the segment returned to reported operating income of $10.2 million from an $8.2 million loss in FY2013, which included a $9.9 million Brazil goodwill impairment.
  • Products and Systems operating income fell to $2.6 million from $7.3 million. Gross margin declined to 43% from 51%, principally because of sales mix and more custom engineering work.
  • Services operating income rose to $43.2 million, but its operating margin was about 10% versus 11% in FY2013. Traditional NDT services and growth-related costs weighed on margins.
  • Management estimated about $3 million of adverse FY2014 third-quarter effects from North American weather, pre-revenue staffing for new contracts and customer start-up costs; about $2 million reduced gross profit.
  • FY2014 included six acquisitions. Acquisition-related fair-value adjustments produced a net $2.7 million benefit to operating income, rather than an operating expense.

Outlook, risks and contingencies

  • No specific numerical revenue or earnings guidance is provided. Management said cash, expected operating cash flow and available credit should cover anticipated needs for the next 12 months. Planned uses include acquisitions, international growth, equipment, technology and software investment, and working capital.
  • Management expects seasonality to continue: Services demand generally peaks in the second and fourth fiscal quarters, while cash collections lag revenue during those periods. It also cautions that a higher mix of traditional, lower-margin services can pressure overall margins.
  • Key risks include oil and gas exposure (49% of revenue), customer concentration, acquisition integration and goodwill impairment, technician availability and labor costs, foreign currency and international-market risks, safety and inspection-liability claims, and credit-facility covenants. The company does not hedge its foreign-currency exposure.
  • Legal matters include a government investigation relating to hazardous-waste handling at a California facility, which management said had been dormant since 2012; a pipeline customer’s claim over alleged x-ray image quality issues, for which the company could not estimate potential liability and recorded no reserve; and an insurer’s $46 million claim concerning an explosion at a chemical plant, which Mistras disputes and for which it recorded no reserve.
  • Goodwill was $130.5 million at year-end. Management said reporting-unit fair values substantially exceeded carrying amounts at May 31, 2014, but further impairment remains possible if conditions deteriorate. The filing also describes $14.1 million of recorded contingent consideration and up to $27.9 million of potential acquisition-related contingent consideration.
  • KPMG gave unqualified opinions on the FY2014 financial statements and internal control over financial reporting; management also concluded disclosure controls and internal controls were effective.

Investor verification priorities

  • Review receivables, collections and unbilled revenue growth against sales growth and the decline in operating cash flow.
  • Assess the durability and profitability of acquisition-led International growth, and the reduced Products and Systems margin.
  • Verify the status, potential exposure and insurance coverage for the environmental investigation and the two inspection-related claims; no reserve was recorded for the latter two matters.
  • Monitor debt and lease obligations, the FY2017 debt maturity concentration, borrowing availability and covenant headroom.
  • Evaluate customer and oil-and-gas concentration, seasonality, labor availability, and the company’s reliance on adjusted EBITDA, a non-GAAP measure.
