Bel Fuse Inc. — 2016 Form 10-K Summary

Reporting period: Fiscal year ended December 31, 2016. The filing was signed March 10, 2017. Bel designs and manufactures products that power, protect and connect electronic circuits, serving networking, telecommunications, computing, military, aerospace and other markets. It reports three geographic segments: North America, Asia and Europe.

Financial performance

Metric20162015
Net sales$500.2 million$567.1 million
Gross profit / gross margin$99.9 million / 20.0%$108.8 million / 19.2%
Operating income (loss)($76.5 million)$28.6 million
Net income (loss)($64.8 million)$19.2 million
Operating cash flow$38.6 million$65.8 million
Capital expenditures$8.2 million$9.9 million
Cash and cash equivalents at year-end$73.4 million$85.0 million
Debt principal at year-end$143.8 million$187.2 million
  • Sales fell 11.8%, primarily from missed Power Solutions design cycles, general market softness and distributor inventory levels. Power Solutions and Protection sales declined to $172.2 million from $214.8 million; Connectivity Solutions sales were $168.8 million versus $181.7 million; Magnetic Solutions sales were $159.1 million versus $170.6 million.
  • Gross margin improved to 20.0% from 19.2%, with management attributing lower material and labor costs as a share of sales partly to product mix and currency movements.
  • Operating results included a $106.0 million non-cash impairment charge: $101.7 million for goodwill and $4.3 million for indefinite-lived intangible assets. The impairment drove the reported operating and net losses. The company recorded a $17.7 million income-tax benefit; effective tax rate was 21.5%.
  • Operating cash flow decreased $27.2 million, mainly due to lower earnings and higher year-end inventory relative to sales. Cash declined $11.6 million during the year, including $43.4 million of long-term debt repayments and $3.2 million of dividends. Operating cash flow less capital expenditures was approximately $30.4 million.
  • Working capital was $163.1 million and the current ratio was 2.8 at year-end. The company reported $50.0 million of unused credit availability; it borrowed $6.0 million in January 2017. Management said available liquidity and expected operating cash flows should fund operations for the next 12 months.
  • Debt carried a variable rate of 3.06% at year-end, with maturity in June 2019. The company reported covenant compliance. A 1 percentage-point rate increase would raise annual interest expense by approximately $1.4 million.

Material changes and management commentary

  • External-customer sales declined in North America to $256.8 million from $304.3 million and in Asia to $168.5 million from $188.1 million; Europe was nearly flat at $74.9 million versus $74.6 million. All three segments reported operating losses in 2016, substantially reflecting allocated impairment charges.
  • Bel closed its Shanghai manufacturing facility and began transitioning operations to other sites. It recorded $2.1 million of restructuring charges in 2016, including $1.4 million associated with the closure, and expects approximately $2 million in annual savings once fully implemented.
  • Management cited a growing pipeline of new opportunities and identified data-center and e-Mobility demand in Power Solutions, and commercial aerospace demand in Connectivity Solutions, as potential growth drivers. It anticipated some Power Solutions growth in 2017 as new design cycles progressed; these statements are forward-looking, not guarantees.
  • Backlog was estimated at $137.6 million at February 28, 2017, up from $126.1 million a year earlier. Management expected substantially all of the backlog to ship by year-end 2017, but cautioned that orders may be delayed, accelerated or cancelled.
  • Bel expects to spend $4–5 million over three years implementing its global ERP system and anticipates approximately $2 million in annual savings after completion. Implementation risks include delays, added costs and operational disruption.

Risks, contingencies and unusual items

  • Customer concentration: Hon Hai Precision Industry Company Ltd. accounted for $59.8 million, or 12.0%, of 2016 sales. Management says losing this customer could materially affect results.
  • Foreign subsidiaries held $61.1 million, or 83%, of cash at year-end. Management intends to keep most foreign earnings invested abroad; approximately $100.4 million of unrepatriated earnings had no U.S. tax accrued, with an estimated federal tax liability of $23.3 million under current law.
  • Uncertain tax-position liabilities totaled $27.8 million. A separate Italian tax dispute had an estimated $12.0 million liability, offset by an indemnification asset from ABB; the appeal was pending. The filing also describes a German patent-infringement suit for which Bel said it could not yet assess infringement or potential damages.
  • Further impairment charges remain possible if forecasts, market conditions or valuation assumptions weaken. Other stated risks include pricing and margin pressure, raw-material availability and cost, Chinese labor volatility, currency and trade-policy changes, acquisition integration, and dependence on international operations.
  • The company paid $3.2 million in dividends in 2016 and said it currently anticipated quarterly dividends, subject to credit-agreement conditions. Deloitte issued unqualified opinions on the financial statements and internal control over financial reporting; management also concluded controls were effective.

Important facts for investors to verify

  • Whether sales and design wins recover in Power Solutions and whether stated 2017 growth opportunities materialize.
  • Progress and realized savings from the Shanghai closure and ERP implementation, including associated costs and execution risks.
  • Debt amortization, covenant headroom, variable-rate exposure and refinancing needs ahead of the June 2019 maturity.
  • Developments in goodwill and trademark valuations, including the sensitivity of assumptions and risk of additional impairment.
  • Customer concentration, backlog conversion and distributor inventory trends; backlog is not a reliable assurance of future shipments.
  • Resolution and cash consequences of uncertain tax positions and the Italian tax matter, plus any developments in the Setec patent litigation.
