Capital expenditures were $1.1m; operating cash flow less capital expenditures was approximately $1.3m. Cash declined $2.0m, reflecting the GigaCom acquisition ($2.7m cash paid), capital spending and dividends, partly offset by operating cash flow. The company had no borrowings and its full $30m unsecured credit line was available; it reported compliance with covenants. Management said available cash, operating cash flow after dividends and the credit line should fund operations for at least 12 months. The stated current ratio was 4.7, versus 4.9 at year-end. Current restricted cash was $13.0m.
Material changes and management commentary
- Revenue fell as lower magnetic and module sales outweighed growth in interconnect products. Interconnect sales rose to $27.2m from $27.0m; magnetic sales declined to $19.2m from $22.0m; module sales to $16.7m from $19.9m.
- North America operating income improved to $2.3m from $1.7m, and Europe to $0.7m from $0.6m. Asia swung to a $1.6m operating loss from $1.9m income. Management attributed the Asia result to Lunar New Year labor disruption, recruitment and training constraints, delayed production and shipments, and higher labor costs.
- Cost of sales rose to 84.1% of sales from 80.0%. Labor costs increased to 13.8% of sales from 9.3%, amid rising PRC wages, currency effects, overtime and new-worker inefficiencies. Lower material-cost share partly offset this pressure. SG&A declined 12.6%, mainly on lower legal and professional expenses.
- The effective tax rate increased to 42.0% from 24.2%, reflecting a greater share of earnings in higher-tax North America and an Asia pretax loss without a tax benefit. Reversal of certain IRS-related uncertain-tax-position liabilities partly offset the increase.
- Magnetics backlog increased about $8.6m during the quarter to approximately $26.4m; management said PRC labor constraints extended average lead times by several weeks.
Outlook, risks and unusual items
- Management expected challenging business conditions throughout 2012 and gave no specific revenue or earnings forecast. It said future earnings would depend substantially on product mix and where earnings are generated geographically, and was prioritizing PRC capacity for higher-margin products.
- Bel began operational-efficiency and streamlining initiatives. Management estimated approximately $4.5m of pretax costs over the next three quarters and approximately $4.2m in annual savings once fully implemented. It separately reported $0.3m of initiative-related expenses in Q1; the income statement shows a $0.137m restructuring charge.
- Bel acquired all of GigaCom Interconnect AB, a Swedish expanded-beam fiber-optics supplier serving aerospace and military markets, on March 9 for approximately $2.7m cash. Post-acquisition results were not material. Purchase accounting was incomplete: goodwill of $2.577m was provisional pending intangible-asset appraisals, and tax deductibility was not yet determined.
- Risks discussed include volatile customer demand, PRC labor availability and costs, commodity prices, product mix, foreign-exchange exposure, acquisition costs and litigation. Bel continued to appeal the SynQor verdict and had stopped manufacturing products covered by SynQor’s claim. The quarter-end accrued litigation reserve was $11.549m. In April, Bel filed a patent-infringement suit against Molex; the filing provides no quantified potential recovery or exposure.
- Uncertain tax-position liabilities were approximately $4.0m. A German tax audit covers 2008–2010. The company also noted that results for this quarter are not necessarily indicative of the full year.
Important facts for investors to verify
- Whether Asia production, labor availability and extended magnetics lead times improved after quarter-end, and whether the reported backlog converted to sales.
- Actual restructuring charges, implementation timing and realized annual savings versus management’s estimates.
- Final GigaCom purchase-price allocation, including goodwill, identifiable intangible assets and any tax-deductible goodwill.
- Developments in the SynQor appeal, the $11.549m litigation reserve and the new Molex action.
- Cash generation, inventory levels, tax rate and geographic earnings mix in subsequent quarters; inventory rose $3.5m from year-end.
