Financial performance and position
| Metric | FY2017 | FY2016 |
|---|---|---|
| Revenue | $17.350 million | $22.478 million |
| Gross profit / margin | $4.413 million / 25.4% | $4.951 million / 22.0% |
| Operating loss | $(574,000) | $(670,000) |
| Loss before tax | $(564,000) | $(640,000) |
| Consolidated net income | $367,000 | $158,000 |
| Net income attributable to Euro Tech | $473,000 | $231,000 |
| Basic and diluted earnings per share | $0.23 | $0.11 |
| Operating cash flow | $652,000 | $153,000 |
Revenue declined 22.8%, as trading and manufacturing revenue fell $2.720 million and engineering revenue fell $2.408 million. The principal explanations were lower large-system sales and the absence of a large mobile-phone-company contract that contributed to FY2016. Pact-Yixing revenue fell to $6.349 million from $8.757 million. Gross profit fell 10.9%, but gross margin improved 3.4 percentage points, largely because lower sales of lower-margin trading systems changed the revenue mix. Selling and administrative expense decreased 11.2% to $4.976 million, including R&D expense of $163,000 versus $475,000.
Operating losses persisted in both segments: trading and manufacturing lost $153,000 and engineering lost $306,000 in FY2017. Equity-method income from affiliates was $831,000, down from $1.002 million; a $128,000 gain on deemed disposal of an affiliate was also recorded. These items materially supported reported profitability despite the operating loss.
At year-end, cash and cash equivalents were $3.380 million, restricted cash was $1.072 million, working capital was $2.986 million, total assets were $23.737 million, and shareholders’ equity was $17.107 million. Current liabilities were $6.630 million, including $97,000 of bank borrowings; the company also reported $897,000 of available banking facilities. Operating cash flow improved, while investing activities provided $272,000 and financing activities used $623,000, principally for repayment of bank borrowings. Capital expenditure was $18,000. Accounts receivable declined to $3.808 million; inventory rose to $496,000. The filing reports no material bank indebtedness, but notes that facilities and guarantees are secured and subject to covenants.
Business changes, outlook, and risks
- The company continued shifting emphasis from distribution toward engineering, manufacturing, and product assembly, while streamlining staff and offices. Total employees excluding Pact-Yixing fell to 59 from 65; the sales force fell to 16 from 21.
- Management is pursuing ballast-water treatment systems (BWTS), retrofit opportunities, and a port/barge solution project. The company reported product certifications and a 2017 order for one BWTS set, but said future sales depend on customer acceptance, marketing, regulatory timing, and financing. The IMO retrofit phase-in was deferred to start September 8, 2019.
- Management anticipated approximately $300,000 of FY2018 R&D spending and said it was seeking strategic investors for U.S. Coast Guard type approval. No revenue or earnings guidance was provided; management cautioned that profitability and the success of these initiatives are uncertain.
- On March 5, 2018, the company agreed to sell its 20% Jia Huan interest for RMB31.3125 million, subject to regulatory approvals and closing formalities. RMB1 million had been paid as an initial amount; the balance was due after approvals. This transaction was not complete at the filing date.
- Shanghai Environmental continued to be scaled down and was expected to wind down after collection of receivables. It had an FY2017 operating loss of approximately $137,000. A subsidiary’s claim for approximately $416,000 of unpaid receivables remained in litigation; management said sufficient provision had been made.
- Customer concentration remains relevant: the four largest customers generated approximately 27% of FY2017 revenue, and one customer accounted for 10%. Supplier concentration is also high: the largest supplier represented 45% of purchases; the three largest represented 64%. Several supplier arrangements are short-term or may be informal.
- Other material risks include exposure to RMB and other currency movements without hedging, PRC currency and legal controls, Hong Kong/China political and economic conditions, competition, customer and supplier dependence, and T.C. Leung’s majority voting control. The company warned that it might be a PFIC for U.S. tax purposes in 2017 or future years.
- The company reported no impairment of goodwill, no off-balance-sheet arrangements, and no cash dividends paid or planned in the foreseeable future. Management assessed disclosure controls and internal control over financial reporting as effective; the auditor did not express an opinion on internal-control effectiveness.
Most important facts for investors to verify
- Whether FY2018 trading and engineering sales recovered after the 22.8% FY2017 revenue decline, and whether segment operating losses narrowed.
- Cash collection and aging of receivables, including the approximately $416,000 litigation claim, and the quality of cash availability given $1.072 million of restricted cash.
- Whether the Jia Huan sale closed, the proceeds were received, and the reported equity-method income and future earnings changed after the disposition.
- BWTS certification, financing, customer orders, retrofit demand, and the actual costs and commercial progress of the announced development plans.
- Ongoing reliance on major customers and suppliers, currency exposure, and the effect of management control and BVI shareholder protections.
- The filing’s reported FY2017 figures distinguish consolidated net income of $367,000 from $473,000 attributable to the company; investors should confirm the reconciliation in the audited statements and notes.
