Total assets / net assets$23.686 million / $17.817 million$23.878 million / $17.877 million
  • Revenue rose 1.2%, as trading and manufacturing revenue increased by $661,000, partly offset by a $441,000 decline in engineering revenue.
  • Cost of revenue increased to $13.991 million, or 74.3% of revenue, from $13.138 million, or 70.6%. Gross profit fell 11.6%; management attributed the margin decline mainly to engineering.
  • Operating expenses were $5.802 million, slightly above FY2013. Research and development expense was $631,000, versus $427,000 in FY2013.
  • Equity in affiliate income rose to $892,000 from $325,000. This contribution lifted income attributable to Euro Tech to $164,000 despite a $971,000 operating loss. The consolidated group recorded a $5,000 net loss before the non-controlling-interest allocation.
  • Operating cash flow was negative $470,000, compared with negative $2.555 million in FY2013. Investing cash flow was negative $64,000; capital expenditures were $10,000. Cash declined by $549,000 during the year.
  • Year-end current assets were $11.136 million and current liabilities $5.869 million. Restricted cash was $879,000, principally associated with customer performance guarantees. The company reported no bank indebtedness in FY2014 and had approximately $1.66 million of available banking facilities.
  • Net accounts receivable was $4.268 million; $2.155 million was more than 90 days past due. Inventory was $543,000. No single customer accounted for more than 10% of revenue.

Material changes and segment performance

  • Trading and manufacturing revenue increased to $11.647 million from $10.986 million; the segment still reported a $214,000 operating loss, compared with a $241,000 loss.
  • Engineering revenue declined to $7.175 million from $7.616 million. The segment moved from $106,000 operating income to a $640,000 operating loss, including approximately $631,000 of ballast-water-treatment-system R&D and a $238,000 loss at Shanghai Environmental Engineering.
  • Revenue from mainland China was $10.950 million, down from $12.392 million; Hong Kong revenue was $6.177 million, up from $5.919 million. The filing says lower-priced competition contributed to weaker engineering sales in China.
  • Affiliate income was attributed to contributions of approximately $740,000 from Blue Sky (Tianlan) and $152,000 from Jia Huan. These are equity-method investments, not wholly owned consolidated operating results.

Outlook, risks and contingencies

  • No quantitative revenue or earnings guidance is provided. Management’s FY2015 priorities include concentrating trading activity in Hong Kong, Macau and Guangdong, controlling costs, expanding reagent manufacturing and pursuing engineering opportunities. Management anticipates approximately $600,000 of FY2015 R&D spending.
  • The company reported that its P-300 ballast water treatment system passed land- and ship-based testing, received China Classification Society certification and was accepted by the U.S. Coast Guard as an Alternate Management System. Management hopes for retrofit and installation orders but cautions that commercial sales are not assured; additional certification and product development are planned.
  • Key risks include sustained operating losses, competition and supplier disintermediation, dependence on short-term distributor arrangements, concentration in China and Hong Kong, foreign-exchange exposure that management says is not adequately hedged, and uncertainty over the commercial success and payback of product development. One supplier represented 33% of purchases in FY2014.
  • Management expects product-development spending may not be recovered for approximately two years. It also warns that PRC policy, economic conditions, regulation and currency controls may adversely affect operations.
  • The company reported no off-balance-sheet arrangements. It had $390,000 of non-cancellable operating lease commitments, including $240,000 due within one year. A labor-dispute claim of approximately $77,000 against Yixing Pact was provided for; the court’s March 2015 verdict finding the company liable occurred after the fiscal year-end. The earlier traffic-accident litigation was settled in FY2014.
  • Management concluded disclosure controls and internal control over financial reporting were effective as of year-end; the independent auditor did not audit internal-control effectiveness. The company warned it might be a PFIC for U.S. tax purposes, with the determination uncertain.

Most important facts for investors to verify

  • Whether FY2015 engineering revenue and margins stabilize, and whether lower gross margin reflects continuing pricing pressure or project mix.
  • Collection status and credit quality of the $2.155 million of receivables more than 90 days past due.
  • Whether affiliate earnings and dividends are sustainable and available to support the parent, given equity-method accounting and PRC restrictions on transfers.
  • Commercial orders, revenue, certification milestones and remaining development costs for the ballast water treatment system.
  • Continuity of major supplier authorizations, particularly given the 33% purchase concentration and limited or non-contractual distribution arrangements.
  • The outcome and payment status of the approximately $77,000 labor claim, and the scope of related commitments or claims.
