HUTCHMED (China) Ltd annual report, Q4 FY2017

HUTCHMED (China) Ltd. — FY2017 Form 20-F Summary

Reporting period: Fiscal year ended December 31, 2017; this is an annual report, not a standalone Q4 filing. Financial statements are audited and prepared under U.S. GAAP, in U.S. dollars. Amounts below are in millions unless stated otherwise.

Business context and key financial metrics

HUTCHMED combines an Innovation Platform developing medicines, principally for oncology and immunology, with a China-focused Commercial Platform selling and distributing prescription and consumer health products. Several major Commercial Platform businesses are joint ventures accounted for under the equity method, so their sales are not included in consolidated revenue; HUTCHMED records its share of their earnings.

Cost of sales was $175.8 million, or 72.9% of consolidated revenue; the filing does not present a consolidated gross-profit line. Operating cash outflow was $8.9 million. Investing cash outflow was $260.8 million, mainly reflecting $248.8 million of net deposits into short-term investments. Financing provided $273.2 million, chiefly from the October 2017 share offering. Cash plus short-term investments totaled approximately $358.3 million at year-end.

Material changes versus the prior comparable period

  • Revenue rose 11.6% to $241.2 million. Commercial Platform consolidated sales increased 13.5% to $205.2 million, driven mainly by third-party prescription-drug distribution and growth in consumer health products. Innovation Platform revenue was broadly stable at $36.0 million.
  • HUTCHMED moved from attributable net income of $11.7 million to an attributable net loss of $26.7 million. R&D spending increased 12.9% as clinical programs expanded, while equity-method earnings fell by $32.6 million.
  • The prior-year comparison benefited from a one-time land-compensation gain at Shanghai Hutchison Pharmaceuticals: HUTCHMED’s equity earnings included $40.4 million of net-of-tax one-time gains in 2016, versus $2.5 million of government subsidies in 2017. Shanghai Hutchison Pharmaceuticals’ 2016 IFRS statements separately report an $88.5 million gain on disposal of assets.
  • The October 2017 offering raised $301.3 million gross and approximately $292.7 million net, increasing issued shares to 66.45 million from 60.71 million. The proceeds substantially increased short-term investments and liquidity.
  • Reported revenue may be affected by China’s two-invoice distribution system: the Seroquel business began shifting from gross-sales reporting to fee-for-service accounting in late 2017. Management expected lower reported revenue, with no material profitability impact.

Outlook, commentary, risks and unusual items

  • Management stated that cash, short-term investments, expected operating cash flows and available bank facilities should fund operations, debt service and capital needs for at least 12 months, while cautioning that assumptions may prove incorrect. It also said additional funding could be needed to accelerate development.
  • R&D expense was expected to rise as the company advanced eight clinical-stage candidates across 36 target patient populations; six Phase III studies involved savolitinib, fruquintinib and sulfatinib. No internally developed candidate had yet received regulatory approval.
  • Fruquintinib’s China NDA for third-line colorectal cancer was accepted in June 2017 and awarded priority review. The company reported completed enrollment in the China Phase III non-small-cell lung cancer study in February 2018, with topline data expected in late 2018. These are filing-period plans, not guaranteed outcomes.
  • Key risks include clinical-trial failure or delay, regulatory uncertainty, competition, pricing and reimbursement pressure, reliance on collaborators and joint ventures, dependence on third-party drug-candidate suppliers, and China-specific foreign-exchange and regulatory constraints. Joint-venture dividends are subject to partner, board and legal constraints.
  • HUTCHMED reported no material legal proceedings and no off-balance-sheet arrangements other than disclosed operating leases. It had not paid dividends and did not plan to do so in the foreseeable future.
  • Management and the auditor concluded that disclosure controls and internal control over financial reporting were effective at December 31, 2017. The audit opinion was unqualified.

Most important facts for investors to verify

  • Whether the fruquintinib NDA review and subsequent clinical readouts met the timelines and outcomes described in the report.
  • How much liquidity is readily available to the parent versus held in joint ventures or restricted by China rules; verify the $358.3 million cash-and-investments figure and $121.3 million of unused facilities.
  • Whether recurring Commercial Platform earnings and dividends can support growing clinical-development costs, especially excluding the 2016 land-compensation benefit.
  • The scale and timing of the two-invoice system’s effect on reported Seroquel revenue, margins and cash generation.
  • Potential dilution and capital needs after the 2017 offering, alongside the company’s clinical and regulatory milestones.
