IRONWOOD PHARMACEUTICALS INC quarterly report, Q2 FY2016

Ironwood Pharmaceuticals, Inc. — Q2 2016 Form 10-Q

Reporting period: Three and six months ended June 30, 2016; unaudited. Amounts below are in millions unless otherwise noted.

Business context

Ironwood is a commercial biotechnology company focused on LINZESS (linaclotide), marketed in the U.S. with Allergan, and a pipeline spanning gastrointestinal, gout, vascular and fibrotic conditions. In June 2016, Ironwood acquired exclusive U.S. rights to develop, manufacture and commercialize lesinurad products, including FDA-approved ZURAMPIC, from AstraZeneca. Ironwood recorded the transaction as a business combination.

Net loss per share, basic and diluted$(0.15)$(0.34)$(0.24)$(0.57)
  • Revenue increased 96% in Q2 and 112% in the first half. The main driver was higher U.S. LINZESS collaboration profit share; first-half revenue also benefited from a $13.4 million Astellas development milestone.
  • Operating loss narrowed substantially year over year, partly reflecting stronger revenue and the absence of the $8.2 million inventory and purchase-commitment charge recorded in first-half 2015. R&D and SG&A expenses rose as Ironwood expanded pipeline, lesinurad and commercial activities.
  • Operating cash use was $6.1 million in the first half, versus $61.3 million in the comparable 2015 period. Investing activities provided $28.1 million, including proceeds from securities sales and maturities, while financing activities used $6.0 million.
  • At June 30, cash and cash equivalents were $277.3 million and available-for-sale securities were $48.0 million, totaling $325.4 million of unrestricted liquid resources. Total current assets were $386.1 million and current liabilities $91.0 million. Accumulated deficit was $1.145 billion.
  • Total indebtedness was approximately $485.5 million: $335.7 million principal on 2.25% convertible notes due 2022 and PhaRMA notes with an $11% rate and repayment linked to U.S. LINZESS sales. The PhaRMA notes had $35.3 million classified as current; the convertible notes’ net carrying amount was $227.3 million.

Material changes and unusual items

  • The Lesinurad Transaction closed June 2. Consideration comprised a $100.0 million upfront payment and $87.6 million fair-valued contingent consideration; Ironwood also owes tiered single-digit royalties and up to $165.0 million in commercial and other milestones. The preliminary allocation included $167.9 million for ZURAMPIC developed technology, $19.1 million for FDC-product in-process R&D and $0.6 million goodwill.
  • Ironwood must reimburse AstraZeneca up to $100 million over as many as ten years for ZURAMPIC post-marketing study activities, and relies exclusively on AstraZeneca for commercial supply and certain transition services.
  • Q2 included $1.1 million of acquired-intangible amortization. First-half rent expense included a $3.5 million estimated loss on subleased headquarters space. Derivative fair-value changes generated a $3.1 million Q2 gain; these noncash valuations can fluctuate with Ironwood’s share price and other assumptions.
  • There was no inventory balance at June 30, but the company retained a $10.1 million accrual for excess linaclotide API purchase commitments.

Outlook, commentary and risks

  • Management said June 30 cash on hand was expected to support projected operating needs for at least the next 12 months, while emphasizing that the estimate depends on uncertain assumptions. Ironwood had not achieved positive operating cash flow and gave no specific revenue or earnings guidance.
  • Management expects substantial R&D and SG&A spending to continue. Its stated goal is to become cash-flow positive through LINZESS and ZURAMPIC revenue and financial discipline, but it cannot assure profitability or the timing of positive cash flow.
  • The FDA accepted for review the LINZESS 72 mcg supplemental application in June; if approved, the partners anticipated a U.S. launch in 2017. Ironwood and AstraZeneca planned to submit the lesinurad/allopurinol fixed-dose combination for FDA review in the second half of 2016.
  • After the quarter, in July, Ironwood discontinued evaluation of IW-9179 for functional dyspepsia; development for gastroparesis had already been discontinued in April after exploratory Phase IIa results did not meaningfully reduce symptoms.
  • Key risks include dependence on U.S. LINZESS collaboration revenue; execution and costs of launching ZURAMPIC as Ironwood’s first solely marketed U.S. product; reliance on partners and third parties for manufacturing, distribution and services; reimbursement and competitive pressures; clinical and regulatory uncertainty; and debt-service needs.
  • Product safety is material: LINZESS carries a boxed pediatric warning, while ZURAMPIC carries a boxed warning regarding acute renal failure, especially if used without an XOI. The FDA requires further renal and cardiovascular safety evaluation for ZURAMPIC.

Important facts for investors to verify

  • U.S. LINZESS sales, net-profit sharing and the extent to which revenue growth persists without milestone timing effects.
  • ZURAMPIC launch performance, commercialization costs, access and reimbursement, and AstraZeneca’s supply and transition-service execution.
  • Cash burn and liquidity against the stated 12-month runway, including future lesinurad study reimbursements and contingent payments.
  • PhaRMA repayment pace, convertible-note terms and potential dilution; total debt was approximately $485.5 million.
  • Regulatory progress for the LINZESS 72 mcg dose and lesinurad fixed-dose combination, plus safety-study obligations and pipeline outcomes.
  • Final purchase-price allocation and valuation assumptions for acquired lesinurad assets and contingent consideration; these were preliminary and use significant unobservable inputs.
