Ironwood Pharmaceuticals, Inc. — 2015 Form 10-K
Reporting period: Fiscal year ended December 31, 2015. The filing also reports unaudited fourth-quarter results. Unless noted otherwise, amounts are U.S. dollars.
Business context
Ironwood is a commercial biotechnology company whose sole marketed product was linaclotide: LINZESS in the U.S. and certain other markets, and CONSTELLA in parts of Europe. U.S. sales are commercialized with Allergan, with development costs and net profits or losses shared equally. The company’s revenue is highly dependent on this collaboration. Its pipeline spans gastrointestinal and vascular/fibrotic programs.

Revenue increased 96%, principally reflecting an $85.8 million increase in Ironwood’s share of U.S. LINZESS net profits. Revenue from the Allergan North America arrangement was $134.3 million in 2015. Research and development expense was $108.7 million, up 7%; selling, general and administrative expense was $125.2 million, up 6%. The company remained loss-making; reported net loss included $31.1 million of interest expense and a $9.9 million derivative loss.
In fourth-quarter 2015, revenue was $53.3 million, total costs and expenses $59.1 million, and net loss $14.0 million, compared with revenue of $38.1 million and net loss of $37.6 million in fourth-quarter 2014.
At year-end, cash, cash equivalents and available-for-sale securities totaled $439.4 million, versus $248.3 million a year earlier. Current assets were $500.2 million and current liabilities $76.5 million; reported working capital excluding deferred revenue was $430.9 million. Cash from investing activities was negative $9.2 million and cash from financing activities positive $303.1 million.
Year-end total indebtedness was approximately $496.8 million as described in the filing. This included $335.7 million principal of 2.25% convertible senior notes due 2022 and 11% PhaRMA notes due 2024, whose repayments are linked in part to U.S. LINZESS sales. The balance-sheet carrying value of notes was $378.5 million, reflecting discounts and issuance costs. Ironwood paid $12.7 million of PhaRMA principal in 2015.
Material changes and unusual items
- Almirall transferred its European linaclotide license to Allergan in October 2015. Allergan assumed European API manufacturing; Ironwood’s amended royalties begin in the mid-single digits and rise to the upper teens by 2019, and remaining launch and sales milestones may total up to $42.5 million.
- Ironwood recorded $17.6 million of inventory write-downs and losses on non-cancellable purchase commitments in 2015, mainly related to reduced European demand forecasts, a longer China approval timeline and the European license transfer. Year-end inventory was zero; an accrual of about $10.1 million for excess commitments remained.
- The June 2015 convertible-note financing generated approximately $324.0 million of net proceeds. Associated hedge and warrant fair-value changes contributed the $9.9 million derivative loss.
- U.S. LINZESS collaboration revenue rose substantially; the company reported its U.S. share of net profit at $101.4 million, versus $16.0 million in 2014. Operating cash use declined year over year but remained significant.
Outlook, commentary and risks
Management said available cash was expected to fund projected operating needs for at least the next 12 months, while emphasizing this estimate depends on assumptions. The stated goal is to become cash-flow positive through LINZESS growth and financial discipline, but the company had not achieved positive operating cash flow and gave no specific revenue or earnings guidance. It expected substantial R&D and commercial expenses to continue for several years.
- Pipeline milestones included positive Phase III top-line data for a 72 mcg linaclotide dose for adult CIC, initiation of Phase IIb testing of linaclotide colonic release, and positive Phase II top-line data for linaclotide in opioid-induced constipation. Applications for linaclotide were filed in China; Japan Phase III results were positive. IW-1973 and IW-1701 entered early-stage clinical studies.
- Key risks include dependence on U.S. LINZESS and Allergan, uncertain demand and reimbursement, partner execution and control changes, outsourced manufacturing and supply reliability, clinical and regulatory failure, competition, and patent challenges. Generic manufacturers could begin filing ANDAs for LINZESS in August 2016, according to the filing.
- Debt service depends partly on LINZESS-related cash flows. PhaRMA notes require quarterly payments tied to U.S. sales, and the 2022 notes may require cash repurchase following specified fundamental changes. The filing also identifies possible dilution from convertible notes and warrants.
- Potential future collaboration milestone payments and royalties are contingent and uncertain. Commercial supply obligations were $32.4 million at year-end; operating lease obligations were $32.4 million before sublease income. Unrecognized tax benefits were $17.6 million. The filing reported no material legal proceedings; management said other ordinary-course claims were not expected to materially affect the financial statements.
- Ernst & Young issued an unqualified opinion on the financial statements and internal controls; management concluded internal control over financial reporting was effective.
Investor verification points
- Check subsequent U.S. LINZESS sales, net-profit sharing and cash receipts from Allergan against the company’s concentration and cash-flow assumptions.
- Review the European license amendment, revised royalty economics, and remaining API purchase commitments and related accruals.
- Assess debt principal, interest, sales-linked PhaRMA payments, convertible-note settlement terms and potential warrant dilution.
- Track regulatory and clinical progress for the 72 mcg dose, pediatric studies, China and Japan filings, and the other pipeline programs.
- Monitor reimbursement, competitive and patent developments, including generic ANDA activity, as well as manufacturing capacity and supply continuity.
