Universal Display Corporation — FY2012 Form 10-K
Reporting period: Fiscal year ended December 31, 2012. The filing also provides unaudited fourth-quarter data for the three months ended December 31, 2012. Universal Display develops and licenses OLED technologies and sells proprietary OLED materials for display and lighting applications. Its principal markets and customers are outside the United States, particularly in Asia-Pacific.
Financial performance and position
| Metric | FY2012 | FY2011 | Change |
|---|---|---|---|
| Total revenue | $83.2 million | $61.3 million | +$22.0 million |
| Material sales | $44.5 million | $37.4 million | +$7.0 million |
| Royalty and license fees | $31.7 million | $15.3 million | +$16.4 million |
| Technology development and support revenue | $7.1 million | $8.5 million | -$1.4 million |
| Operating income | $13.7 million | $5.7 million | +$8.0 million |
| Net income | $9.7 million | $3.2 million | +$6.5 million |
| Diluted EPS | $0.21 | $0.07 | +$0.14 |
| Cash provided by operating activities | $17.8 million | $16.4 million | +$1.3 million |
Calculated from reported figures, operating margin was approximately 16.4% versus 9.3% in 2011, and net margin was approximately 11.6% versus 5.1%. Material sales carried reported cost of $4.5 million, implying a high reported material-sales gross margin; however, certain material costs are expensed through research and development rather than cost of material sales.
- Fourth-quarter revenue was $28.1 million and net income was $5.4 million, or $0.12 diluted EPS. Fourth-quarter results included $1.9 million of revenue recognized from payments no longer expected to be creditable against future license fees or royalties, and a $703,000 reversal of previously accrued bonus expense.
- At December 31, 2012, cash and cash equivalents were $85.9 million and short-term investments were $158.0 million, for total cash and short-term investments of $243.9 million.
- Working capital was $245.2 million, compared with $342.8 million at year-end 2011. Total assets were $385.5 million and shareholders’ equity was $350.2 million.
- The filing does not report conventional funded debt; total liabilities were $35.3 million, including a $9.8 million retirement-plan liability and $7.4 million of deferred revenue.
- Accumulated deficit remained substantial at $204.2 million despite FY2012 profitability.
Material changes versus the prior comparable period
- Revenue growth was driven primarily by increased OLED material adoption and higher licensing revenue from Samsung Display Co., Ltd. (SDC). SDC accounted for 68% of FY2012 consolidated revenue and approximately 95% of revenue came from outside North America.
- SDC license fees recognized in 2012 totaled $30.0 million, compared with $8.2 million under the newer agreement and $3.6 million under the prior agreement in 2011. The SDC patent license runs through December 31, 2017.
- Phosphorescent emitter materials increased to 86% of material sales from 70%; host materials declined to 14% from 30%. Management cautioned that host-material prospects remain uncertain because the business is more competitive and customers are not required to purchase UDC host materials.
- Research and development expense increased to $30.0 million from $24.1 million. Selling, general and administrative expense increased modestly to $19.5 million from $18.9 million.
- Patent costs and amortization increased to $13.4 million from $7.4 million, including $4.8 million of amortization related to the Fujifilm acquisition.
- In July 2012, UDC acquired more than 1,200 Fujifilm OLED patents and applications for $109.1 million, including costs. The acquired technology had a year-end net book value of $104.6 million and is being amortized over 10 years.
- Cash declined by $25.9 million during 2012, primarily because of the Fujifilm acquisition. The company repurchased 205,902 common shares for $5.2 million under a newly authorized $50.0 million repurchase program.
- The 2011 non-cash loss on stock warrant liability of $4.2 million did not recur because all remaining warrants had been exercised.
Guidance, outlook, risks and unusual items
Management expects material-sales growth to continue into the next year, but the filing does not provide quantitative revenue, earnings or margin guidance. Management stated that available cash, cash equivalents and short-term investments should be sufficient to meet obligations for at least the next 12 months, while acknowledging that additional financing may be required in the future.
- Business performance depends heavily on the continued commercialization of OLED products by a limited number of manufacturers, particularly SDC. Customer concentration and periodic license-fee payment timing can cause substantial quarterly volatility.
- Fundamental phosphorescent OLED patents begin expiring in the United States in 2017 and 2019, which could weaken competitive protection and licensing economics.
- UDC relies solely on PPG Industries for manufacturing OLED materials. The supply agreement runs through December 31, 2014, creating renewal and supply-chain risk.
- OLED competes with LCD, LED, fluorescent and other technologies. Adoption depends on product performance, manufacturing costs, equipment availability and consumer demand.
- Multiple patent oppositions and invalidation proceedings remained pending in Europe, Japan and Korea. A Japanese Supreme Court decision finalized the invalidation of certain broader claims of one patent, while other proceedings produced mixed or favorable interim outcomes. Management believes the relevant patents are likely to be upheld but provides no assurance.
- Foreign withholding taxes, principally on South Korean royalty and license income, produced $5.2 million of income-tax expense in 2012. The company had approximately $168 million of federal and $76 million of state net operating loss carryforwards, substantially offset by valuation allowances.
- Contractual commitments included estimated retirement-plan payments of $18.4 million, research-related obligations of $3.6 million and minimum royalties of at least $100,000 annually under the Princeton license. No material off-balance-sheet arrangements were reported.
- Government contracts contributed $3.4 million, or 4% of revenue, and are subject to termination at the government’s election.
Investor verification points
- Verify the sustainability and payment timing of SDC’s license fees and minimum material-purchase commitments, including the concentration of revenue in one customer.
- Assess whether the Fujifilm patent portfolio generates sufficient incremental licensing value to justify its $109.1 million cost and continuing amortization expense.
- Monitor expiration, opposition and invalidation proceedings affecting the company’s fundamental phosphorescent OLED patents.
- Evaluate renewal or replacement prospects for the sole-source PPG materials agreement before its December 31, 2014 expiration.
- Reconcile reported profitability with the $204.2 million accumulated deficit, the $5.2 million tax expense, and the substantial valuation allowance against deferred tax assets.
- Confirm quarterly revenue and earnings volatility, particularly the non-recurring fourth-quarter revenue recognition and bonus-expense reversal.
