Liquidity, debt and balance sheet

  • Cash and cash equivalents were $6.29 million at June 30, 2016, compared with $6.25 million at year-end 2015. A further $1.25 million was restricted cash securing banker's acceptance notes.
  • Current assets were $23.82 million and current liabilities $14.10 million. Total liabilities were $25.02 million; total assets were $91.98 million.
  • Debt included $4.52 million of short-term notes payable, due in two installments in September and October 2016, and $11.74 million outstanding on the construction loan, including $1.51 million current. The construction loan bears interest at 5.39% following a July 2016 rate adjustment. The company reported paying approximately $1.20 million on that loan on July 13, 2016.
  • Operating cash flow was positive $0.55 million for the first half, compared with cash use of $0.52 million in the prior-year period. Investing activities used $0.07 million and financing activities used $0.31 million, principally for construction-loan repayment.
  • Cash held by Helpson is considered indefinitely reinvested and may not be available to the parent. PRC restrictions can limit conversion and remittance of funds.

Material changes and notable items

  • Revenue fell 37.6% in Q2 and approximately 37% for the first half. Management attributed the decline chiefly to lost provincial tenders after the company received GMP certificates for injectable lines only in November 2014, as well as continuing healthcare cost controls. The largest first-half category, Anti-Viro/Injection & Respiratory, declined 36% to $4.98 million.
  • Q2 results swung from prior-year income to a loss, principally reflecting $0.49 million of bad-debt expense versus a $3.14 million bad-debt benefit in Q2 2015, alongside lower sales. First-half bad-debt expense declined to $1.08 million from $3.96 million.
  • The company recorded an $0.82 million impairment of advances paid to two laboratories for medical formulas. It also reported approximately $4.55 million of remaining contractual payments for formula approvals in the financial-statement notes; MD&A describes commitments of approximately $4.7 million over about four years.
  • Trade receivables were $4.35 million net of a $29.39 million allowance. The filing says approximately $30 million of trade receivables related to sales more than one year old; 76.4% of receivables were aged over 720 days. This collection and estimation risk is material.
  • Foreign-currency translation reduced first-half comprehensive results by $1.67 million and reduced accumulated other comprehensive income. The company also reported $348,672 of subsidy income in the first half.
  • The 15% PRC preferential income-tax rate applies through 2016 based on high-tech enterprise status. Management said recent losses may put renewal at risk and that it was evaluating feasibility. The rate thereafter is stated as 25% absent qualification.

Outlook, risks and controls

Management expects operating cash flow to cover working capital and anticipated capital expenditures for the next 12 months under its current plan, but warns that weaker-than-planned performance could require additional financing or spending reductions; financing may not be available on acceptable terms. Management also expressed confidence in a foundation for future growth, while acknowledging no immediate reversal in sales trends.

Pipeline approvals have been delayed by changing CFDA criteria. China’s 2016 generic-drug consistency-evaluation requirements may further lengthen approval timelines and increase costs. Other stated risks include healthcare reform and distributor disruption, customer collection delays, supplier concentration, PRC regulatory and currency controls, foreign-exchange exposure, and concentration of operations in China. One supplier represented 23.5% of first-half raw-material purchases; three customers represented 28.2%, 11.3%, and 10.9% of receivables.

Management concluded disclosure controls were effective at June 30, 2016 and reported no material changes in internal control over financial reporting during the quarter. The filing provides no numerical revenue or earnings guidance.

Investor verification points

  • Assess collectability and the adequacy of the allowance against the very aged receivables, including the approximately $30 million more than one year old.
  • Confirm repayment of the September and October 2016 short-term loan installments and ongoing construction-loan obligations.
  • Verify the status and recoverability of impaired and remaining formula advances, CFDA approvals, and the stated commitment amounts.
  • Track sales recovery, tender access, and the impact and cost of generic-drug consistency evaluations and healthcare controls.
  • Check renewal of high-tech enterprise status and the resulting tax rate, along with practical access to cash held in China.
