Current assets were $3.279 billion and current liabilities were $1.702 billion.
Material changes versus FY2021
- Pet-health revenue fell 9% to $2.138 billion, reflecting lower volumes and unfavorable currency, partly offset by pricing. On a constant-currency basis, revenue declined 5%, with weaker parasiticide demand and competition; the pain portfolio grew.
- Farm-animal revenue fell 5% to $2.219 billion as reported, but was flat at constant currency. Aqua growth and innovation were offset by weaker swine markets, generic competition in cattle, and supply disruptions.
- Overall revenue declined 3% at constant exchange rates. Price contributed 2%, while foreign exchange reduced revenue by 4% and volume by 5%.
- Special charges decreased to $183 million from $634 million, mainly because FY2021 included substantial site write-downs and higher severance and acquisition-related costs. FY2022 included a $59 million charge for licensed in-process R&D with no alternative future use.
- Operating cash flow was lower, with increased inventory and other working-capital uses partly offset by $207 million of cash proceeds from interest-rate swap settlements. Investing cash outflow decreased to $179 million; financing activities used $549 million, including debt repayments and a tender offer.
Outlook, risks and unusual items
- Management expects global macroeconomic pressures, supply-chain disruption and inflation to continue into 2023. It has raised prices and may implement further increases, but input, labor, energy and freight costs may pressure margins and cash flow.
- Management said liquidity was sufficient for planned requirements and expected covenant compliance. It forecast FY2023 capital expenditures and software purchases of approximately $165 million to $190 million. The filing text does not provide a clear numerical FY2023 revenue or earnings forecast.
- Integration of the Bayer Animal Health ERP systems was expected to finish early in Q2 2023. A shipment blackout could affect product availability and revenue timing; Elanco built additional inventory and anticipated possible customer order shifts from Q2 to Q1 and extensions of payment terms.
- Elanco reported a material weakness in income-tax controls concerning review of the annual tax provision and deferred-tax valuation allowance. Prior-year financial statements were revised for immaterial errors; management said the weakness was not remediated by year-end. Management’s disclosure controls were ineffective, and the auditor issued an adverse opinion on internal control over financial reporting, while giving an unqualified opinion on the financial statements.
- Major risks include substantial indebtedness and variable-rate exposure, competition and generics, reliance on leading products, regulatory limits on farm-animal antibiotics, supply and manufacturing disruption, foreign-exchange movements, and integration execution.
- Seresto-related consumer litigation and regulatory scrutiny remain significant risks. The EPA was considering a petition seeking cancellation of its registration; Elanco stated it supported the product’s safety and did not believe removal was warranted. The company also disclosed an SEC subpoena concerning pre-mid-2020 channel inventory and sales practices, and shareholder litigation. It said potential losses for these matters could not be estimated clearly; no material litigation liabilities were recorded.
- In 2022, Elanco identified a cumulative tax valuation-allowance error for a Southeast Asian affiliate. The correction would have materially misstated 2022 if recorded entirely in that year, so immaterial revisions were made to 2021 and 2020 instead.
Important facts for investors to verify
- Whether the income-tax control weakness is remediated, and whether subsequent filings report effective controls and any further revisions.
- Actual revenue, shipments, receivables and cash conversion around the 2023 ERP integration and any customer payment-term extensions.
- Progress on reducing debt, interest costs and covenant headroom, especially given variable-rate borrowings.
- Developments in Seresto litigation and regulatory review, and the status or outcome of the SEC inquiry and shareholder cases.
- Whether pet-health demand and farm-animal performance recover, and how pricing, product mix, competition and foreign exchange affect margins.
- Impairment sensitivity: goodwill was approximately $5.993 billion and other intangible assets $4.842 billion at year-end; no goodwill impairment was recorded in 2022.
