Second-quarter revenue consisted of $596,099 of equipment sales, $454,253 of service revenue, and $10,144 of other revenue. Service revenue represented 43% of quarterly revenue, compared with 23% in the prior-year quarter.

Cash and cash equivalents were $311,416 at June 30, 2012, down from $850,364 at December 31, 2011. Restricted cash was $101,272. Accounts receivable increased to $1,647,964 from $942,879, including a reported $101,401 allowance for doubtful accounts related to MegaSys receivables.

Total liabilities were $2,653,189, compared with $1,442,358 at year-end 2011. Current liabilities were $2,647,749 and included $835,532 of short-term bank loans, $469,177 due to related parties, $118,322 of notes payable, and $908,350 of accounts and other payables. Stockholders’ equity declined to $1,640,720 from $2,439,016.

Material Changes Versus Prior Comparable Period

  • Quarterly revenue increased 84%, primarily because MegaSys contributed a full quarter of revenue, including $838,890 from Taiwan.
  • Six-month revenue increased 106%, driven in part by a large Taiwan water project.
  • Quarterly operating loss improved 29% as revenue increased and prior-year acquisition-related professional expenses declined.
  • Six-month operating loss increased slightly, and six-month net loss increased 2%, reflecting higher operating expenses and lower gross margin.
  • Gross margin declined to 18% for the quarter and 21% for the six months, largely because MegaSys equipment sales generally produce lower margins than recurring services.
  • Operating cash use increased by approximately $745,000 year over year, while capital expenditures increased to $338,666 from $8,964.
  • The Company raised $647,500 through private placements during the quarter, issuing 647,500 shares at $1.00 per share, and received approximately $1.8 million of financing cash during the six months from equity, debt, related parties, and bank borrowings.

Guidance, Outlook, Risks, Contingencies, and Unusual Items

Management stated that cash on hand was insufficient for anticipated short-term working capital and capital expenditure needs and that additional debt or equity financing was being pursued. Management warned that failure to obtain financing or rapidly increase sales could require reducing labor expenses, scaling back operations, or ceasing operations. The financial statements identify substantial doubt regarding the Company’s ability to continue as a going concern; no related balance-sheet adjustments were recorded.

Management’s operating plan includes expanding a commission-based independent representative network, shifting toward indirect sales channels, continuing direct service to major accounts, and seeking additional financing. During the quarter, nine representative firms covering 41 U.S. states and the Caribbean were engaged.

Customer concentration is significant: one customer represented approximately 83% of second-quarter revenue and 64% of accounts receivable at June 30, 2012. Approximately 26% of MegaSys gross accounts receivable was aged over 120 days.

The Company reported that its disclosure controls and procedures were not effective as of June 30, 2012. Management identified a material weakness arising from having only one employee knowledgeable in SEC accounting and reporting, resulting in inadequate segregation of duties. Management plans to add financial personnel as resources permit. Internal controls for MegaSys were still being evaluated.

Related-party financing included two $200,000 debentures issued to board members during June 2012. One was due July 6, 2012 and was repaid in July with $2,959 of interest; the other bears 12% interest and matures June 20, 2013. Both were convertible into common stock at $1.00 per share and included warrants.

Subsequent to quarter-end, the Company sold 1,075,000 common shares for $1.00 per share in private placements. On July 31, 2012, Iveda announced that it would be the sole cloud video surveillance provider for the Vigilance Federation, led by Pinkerton/Securitas; the filing does not quantify any financial impact from this arrangement.

Important Facts for Investors to Verify

  • The sustainability and margin contribution of the Taiwan project and the customer representing 83% of quarterly revenue.
  • Progress in remediating the material weakness in disclosure controls and establishing effective controls at MegaSys.
  • The maturity, conversion terms, warrants, and repayment status of related-party and short-term debt.
  • The financial contribution, contractual terms, and customer concentration implications of the Vigilance Federation arrangement.
  • Potential dilution from 4,251,762 outstanding stock options and approximately 6,277,449 total potential shares from options and warrants excluded from diluted loss per share.
