Material changes and operating performance

  • Revenue was essentially flat. Improved pricing, volume, and acquisitions were offset primarily by a 3.7% revenue impact from a change in order flow through the consolidated Asia joint venture. Management said the change did not materially affect operating income or cash flow.
  • Operating margin declined to 14.1% from 14.5%. Pricing gains and productivity benefits were offset by unfavorable volume/product mix, investment spending, and $8.8 million of spin-off separation costs, most of which was recorded in selling and administrative expenses.
  • Interest expense rose to $13.1 million from $0.4 million, primarily reflecting the term loans and senior notes issued in connection with the spin-off. Other, net improved from a $7.5 million loss to a $0.2 million gain, largely because Q1 2013 included a $6.2 million Venezuelan currency translation loss.
  • Segment results were mixed: Americas revenue fell 1.7%, but operating income increased to $86.0 million and margin rose to 24.9%. EMEIA revenue grew 4.4%; its operating loss narrowed to $1.2 million. Asia Pacific revenue increased 3.3%, while its operating loss widened to $3.0 million, partly due to closure of joint-venture manufacturing operations in China.
  • Allegion acquired certain assets of Schlage Lock de Colombia for approximately $5.3 million in cash on January 2, 2014.

Outlook, risks, contingencies, and unusual items

  • Outlook: The filing provides no specific earnings or revenue guidance. Management expects operating cash generation, available cash, and access to capital markets and borrowing facilities to provide adequate resources for operating and financing needs.
  • Restructuring: Allegion expected to begin a new EMEIA restructuring plan in Q2 2014 to reduce overhead and improve efficiency; related charges may be material. The March 31 restructuring reserve was $2.3 million.
  • Venezuela currency exposure: Allegion continued to measure Venezuelan net monetary assets at the official rate of 6.3 bolivars per U.S. dollar, which management believed remained legally available. A move to the SICAD 1 rate could result in an estimated $7.1 million charge; a move to SICAD 2 could result in an estimated $15.1 million charge. Venezuelan net monetary assets were approximately $17.2 million, including $4.6 million of cash; Q1 revenue there was $15.5 million.
  • Debt and other risks: Total debt was $1.335 billion. The filing identifies leverage, interest-rate and currency movements, demand and market conditions, cost savings, acquisitions, litigation, and potential impairment as risks. Management said pending legal matters were not expected to have a material adverse effect.
  • Contingencies and capital allocation: Environmental reserves were $10.5 million at March 31; standard warranty liabilities were $9.4 million. The board authorized up to $200 million of share repurchases, but tax-related restrictions following the spin-off limit certain repurchases for two years. The company cautioned that failing to preserve the spin-off’s tax-free treatment could result in significant taxes.
  • The company declared a quarterly dividend of $0.08 per ordinary share, payable June 30, 2014. Management reported disclosure controls were effective and no material change in internal control over financial reporting during the quarter.

Important facts for investors to verify

  • Whether negative operating cash flow and working-capital movements are temporary, and whether cash conversion improves in subsequent quarters.
  • Progress and expected charges from the planned EMEIA restructuring, and the effect of the China manufacturing closure on Asia Pacific profitability.
  • Whether the official Venezuelan exchange rate remains available to Allegion and whether any currency remeasurement or access-to-cash restrictions arise.
  • Debt repayment capacity, covenant headroom, interest costs, and the implications of the company’s negative total equity.
  • The effect of the Asia joint-venture order-flow change and separation costs on reported revenue, margins, and comparability.
  • Whether planned share repurchases can proceed within the spin-off tax restrictions, alongside dividends and investment needs.
