Cash and cash equivalents were $33.4 million at March 31, 2016, including $17.5 million held outside the United States. Total debt was $170.6 million, consisting primarily of the senior secured credit facility; unused credit availability was $70.4 million before borrowing limitations and $27.6 million based on stated borrowing limitations. Material changes versus the prior comparable period

  • Revenue growth was primarily acquisition-driven. Energy segment revenue increased to $47.9 million from $24.3 million, while Environmental revenue declined to $39.1 million from $41.7 million and Fluid Handling and Filtration revenue increased to $16.6 million from $15.2 million.
  • Energy segment operating income increased to $5.2 million from $0.4 million, primarily reflecting PMFG and improved gross margins. Environmental operating income increased to $4.7 million from $4.0 million, and Fluid Handling and Filtration operating income increased to $3.2 million from $3.0 million.
  • Selling and administrative expenses rose to $21.0 million from $13.7 million and increased to 20.3% of sales from 16.9%, primarily because of PMFG.
  • Interest expense increased to $2.1 million from $1.0 million due to acquisition-related borrowings. Total debt nevertheless declined from $177.3 million at December 31, 2015 to $170.6 million at March 31, 2016.
  • Other income was $0.8 million versus $1.7 million of expense in the prior-year quarter, principally reflecting foreign-currency gains in 2016 compared with a foreign-currency loss in 2015.
  • Orders booked increased to $120.1 million from $93.9 million, and reported backlog increased to $228.1 million from $211.2 million at December 31, 2015.

Outlook, risks, contingencies and unusual items

Management highlighted opportunities from tighter environmental regulations, natural-gas infrastructure, global energy demand and expansion in Asia. It expects to pursue operational excellence, margin expansion, aftermarket revenue growth, global market expansion and future bolt-on acquisitions. The filing does not provide specific quantitative revenue, earnings or cash-flow guidance.

  • Management identified material weaknesses in internal control over financial reporting related to revenue recognition, acquired-business monitoring, staffing and training, manual journal entries, information-technology controls and segregation of duties. Remediation had begun but the weaknesses were not remediated as of March 31, 2016. Management stated that additional procedures supported the conclusion that the reported financial statements were fairly presented.
  • Debt covenants require a consolidated leverage ratio below 3.75 and fixed-charge coverage above 1.25. The leverage threshold is scheduled to tighten to 3.50 by June 30, 2016 and 3.00 by December 31, 2017. The company reported compliance with all covenants at quarter-end.
  • The company entered into an interest-rate swap covering approximately one-third of LIBOR-indexed debt. A $0.5 million pre-designation loss was recorded in other income or expense, and subsequent effective-hedge changes were recorded in other comprehensive income.
  • Goodwill and indefinite-lived intangible assets totaled approximately $248.2 million. No impairment was recorded in the quarter, but management identified sensitivity to revenue growth and EBITDA assumptions for a reporting unit with only an 8% fair-value cushion over carrying value.
  • There were 238 pending asbestos-related cases at March 31, 2016, compared with 221 at December 31, 2015. Management believes insurance coverage is adequate and that the matters will not materially affect financial condition, liquidity or results, but acknowledges limited control over claim volume, claim nature and insurer solvency.
  • PMFG-related shareholder litigation remained subject to a proposed settlement requiring court approval. The Texas lawsuit was voluntarily nonsuited without prejudice, while the Delaware settlement stipulation had been submitted and no hearing had yet been scheduled as of the filing.
  • Results depend on fixed-price contracts, percentage-of-completion estimates, raw-material and labor costs, project delays or cancellations, subcontractor performance, acquisition integration, regulation, foreign exchange, competition and the company’s ability to service or refinance acquisition-related debt.

Most important facts for investors to verify

  • Progress in remediating the disclosed material weaknesses, particularly revenue-recognition controls and controls at PMFG and the China operation.
  • Compliance with the tightening leverage covenant and the company’s available borrowing capacity after borrowing limitations and letters of credit.
  • Whether PMFG’s contribution and the reported backlog convert into sustainable organic revenue and margin growth.
  • Exposure to goodwill and indefinite-lived intangible impairment if revenue or EBITDA assumptions weaken.
  • Status and insurance coverage of asbestos claims and final resolution of PMFG shareholder litigation.
  • Effect of interest rates, foreign-currency movements and scheduled debt principal payments on future cash flow and dividends.
