Revenue declined 2.8%, while gross profit fell 16.3%. Cost of revenue rose to 77.9% of sales from 74.3%; selling and administrative expenses were $5.997 million, including approximately $0.851 million of R&D expense. Equity income from affiliates increased to $0.850 million from $0.605 million, but did not offset the deterioration in operating results. Basic and diluted loss per share were both $0.30, versus $0.06 in FY2014.

At December 31, 2015, total assets were $21.270 million and total shareholders’ equity was $16.456 million. Current assets were $8.512 million and current liabilities $4.814 million. Restricted cash of $0.475 million supported customer performance guarantees. The company reported no bank indebtedness at year-end and no short-term debt in its selected financial data; available banking facilities were approximately $1.660 million. Capital expenditures were $0.021 million. Investing activities provided $0.675 million, while financing activities used $0.020 million.

Material changes versus FY2014

  • Engineering revenue fell $1.129 million, partly offset by a $0.609 million increase in trading and manufacturing revenue. Total revenue decreased $0.520 million.
  • Pact-Yixing revenue declined to approximately $5.994 million from $7.060 million, and its gross-profit contribution fell to $1.666 million from $2.264 million.
  • Management attributed lower engineering revenue and margins to intense competition and difficult economic conditions in China. Lower-margin sales of larger analytical products also weighed on gross margin.
  • Operating cash outflow widened to $2.972 million, reflecting the net loss and decreases in accounts payable and other payables, among other working-capital movements. Cash declined $2.377 million during the year.
  • Affiliate income rose, with Blue Sky and Jia Huan contributing approximately $0.663 million and $0.187 million, respectively. Blue Sky received approval to list on China’s New Third Board; any share issuance could dilute Euro Tech’s 20% interest.

Outlook, risks and unusual items

  • Management planned approximately $0.400 million of FY2016 R&D spending on ballast-water treatment systems and related testing and monitoring products. The P-300 system had obtained China Classification Society certification, U.S. Coast Guard acceptance as an Alternate Management System, and Russian type approval. Management described prospective retrofit and installation sales as uncertain and gave no quantified revenue guidance.
  • The company intended to streamline operations and wind down Shanghai Environmental after completing outstanding projects and collecting receivables. That subsidiary recorded an operating loss of approximately $0.558 million in FY2015. Management warned that product-development spending might not be recovered for about two years.
  • Supplier dependence is material: Thermo purchases represented approximately 39% of FY2015 purchases, and the company identified short-term or non-exclusive supplier arrangements. Biotage became a non-exclusive distributor in mainland China after its agreement expired in March 2016, while Euro Tech retained its sole-agent position in Hong Kong and Macau.
  • Foreign-exchange exposure includes RMB, Hong Kong dollars, U.S. dollars, yen and euros; the filing says the company does not adequately hedge its exposure. Revenue is concentrated in Hong Kong and China, leaving results exposed to regional economic, political, regulatory and currency changes.
  • Litigation includes a pending approximately $0.416 million receivable claim by Shanghai Environmental, for which management believed recovery was reasonably likely and recorded no provision; a separate Yixing goods-purchase claim had a $0.025 million provision, with late-payment penalties unresolved. A prior employee-accident case was executed in FY2014.
  • The company reported no cash dividends paid and no intention to declare dividends in the foreseeable future. T.C. Leung beneficially owned approximately 51.4% of ordinary shares, giving him control; the company also relied on controlled-company exemptions from certain NASDAQ governance requirements.
  • Auditors issued an unqualified opinion on the consolidated financial statements. Management concluded disclosure controls and internal control over financial reporting were effective; the external auditors were not engaged to audit internal controls.

Important facts for investors to verify

  • Whether engineering sales, gross margin and operating cash flow stabilize, and whether the decline in cash and working capital continues.
  • Collection timing and recoverability of the $4.500 million net accounts receivable balance, including the disputed $0.416 million claim.
  • Commercial orders and realized revenue from the certified ballast-water system relative to planned R&D spending.
  • Supplier concentration and the operational and financial effects of Biotage’s changed distribution arrangement and other short-term supplier authorizations.
  • Terms and potential dilution from any Blue Sky share issuance, and the extent to which affiliate earnings and distributions are accessible to Euro Tech.
  • Unresolved litigation penalties, foreign-exchange exposure, and the implications of controlling-shareholder influence and NASDAQ governance exemptions.
