Financial position, cash flow and liquidity

  • At June 30, cash and cash equivalents were $34.1 million; restricted cash was $0.9 million and short-term investments were $8.0 million. Combined, these totaled $43.0 million.
  • Current assets were $106.1 million and current liabilities were $40.2 million. Total assets were $153.5 million; stockholders’ equity was $111.8 million.
  • First-half operating cash flow was a use of $0.03 million, versus approximately $1.5 million provided in the prior-year period. Working-capital uses included a $12.4 million inventory increase and a $2.8 million accounts-receivable increase, partly offset by higher accounts payable.
  • Investing cash outflow was $17.1 million, including $13.1 million for property and equipment and $3.2 million for intangible assets. Financing provided $29.3 million, including $45.6 million net proceeds from the March stock offering, offset in part by debt repayments.
  • Notes payable and long-term debt totaled $9.6 million at June 30, down from $26.1 million at December 31, 2013. Bank acceptance payable, reported separately, was $2.4 million. Management reported compliance with U.S. loan covenants.
  • Management said existing cash and cash equivalents and expected operating cash flows should cover anticipated needs for the next 12–24 months. After quarter-end, AOI replaced its $7 million U.S. revolving line with a $15 million facility maturing July 15, 2017, and renewed a $5 million equipment facility through July 1, 2019.

Material changes and management commentary

  • Data-center revenue increased 169.6% in Q2 and 187.3% for the first half, driven mainly by demand for 10-Gbps transceivers. FTTH revenue also grew substantially, primarily from WDM-PON products. CATV revenue rose modestly in Q2 and 8.6% for the first half; management cited prior-year market weakness and customer merger-related order delays.
  • First-half revenue mix shifted materially: data center was 51.3% (30.3% in 2013), CATV 35.5% (55.4%), and FTTH 9.2% (5.3%). The top ten customers accounted for 85.7% of first-half revenue; one data-center customer alone represented 47.1%.
  • Operating expenses rose 75.2% in Q2 and 67.5% for the first half. R&D spending increased for personnel, WDM-PON, 100G data-center products and other development, as well as additional equipment. G&A growth included increased share-based compensation, rent, personnel, amortization and professional fees.
  • Inventory increased to $31.2 million from $19.6 million at year-end. The company recorded $0.8 million in first-half inventory valuation adjustments.
  • The company completed a March 2014 offering of 2.0 million newly issued shares at $24.25, receiving $45.6 million net. Shares outstanding were 14,805,125 as of August 5, 2014.

Outlook, risks and other notable items

  • No specific revenue or earnings guidance was provided. Management’s liquidity outlook was that available cash and expected operating cash flows would be sufficient for anticipated needs over the next 12–24 months; future capital needs depend on growth, R&D, sales investment and manufacturing expansion.
  • Customer concentration is a key risk: AOI generally relies on purchase orders rather than long-term customer contracts, and a data-center customer generated 47.1% of first-half revenue. The filing also highlights demand volatility, customer qualification delays, market cyclicality, competition, manufacturing capacity and supply constraints.
  • Additional risks include reliance on a single U.S. laser-chip manufacturing site and proprietary equipment, inventory obsolescence, foreign-exchange exposure, and operations in China and Taiwan. AOI reported no hedging of foreign-currency exposure.
  • AOI reported no material pending legal proceedings and no off-balance-sheet arrangements. Management concluded disclosure controls were effective as of June 30, 2014; no material changes to internal control were reported for the quarter.
  • The company is evaluating the effect of the new revenue-recognition standard, ASU 2014-09, which was not yet effective for AOI.

Investor verification points

  • Assess whether the sharp data-center growth, including revenue concentration in one customer, is recurring and sustainable.
  • Monitor inventory, receivables and operating cash conversion against sales growth and production plans.
  • Verify the actual draw, terms and covenant conditions of the post-quarter credit facilities, and how expansion spending is funded.
  • Track gross-margin sustainability as product mix changes and CATV, FTTH and data-center demand develops.
  • Review customer qualification, supplier availability and the operational resilience of the sole U.S. laser-chip manufacturing facility.
