Cash flow, balance sheet and liquidity
- First-half operating cash flow was $49.0 million, versus $42.5 million a year earlier. Capital expenditures were $4.8 million; cash dividends were $11.2 million and treasury-stock purchases were $10.3 million.
- At June 30, cash and cash equivalents were $29.5 million and short-term investments were $150.4 million, or $179.9 million of available short-term liquidity. Current assets were $336.2 million and current liabilities $73.9 million; working capital was $262.3 million.
- Total investments, including short- and long-term investments, were $360.8 million. Long-term investments rose to $210.4 million from $162.2 million at year-end, primarily due to a portfolio shift from short- to long-term holdings.
- Total liabilities were $135.0 million. Revenue-bond debt was approximately $48.3 million, bearing 5% interest and maturing January 2020; a restricted $48.3 million certificate of deposit collateralizes it. The company intended to make annual principal payments in addition to interest.
- Inventory increased 40% from year-end to $63.9 million; accounts payable rose to $44.3 million from $25.8 million. The quick ratio was 3.40, down from 5.54, and the current ratio was 4.55, down from 6.82. Management attributed much of the ratio decline to the investment reclassification and higher current liabilities.
Material changes and management commentary
- Sales increased 23.7% year over year in Q2 and 19.6% in the first half. Carrier Networks sales rose 28.1% in Q2; Enterprise Networks sales rose 10.1%.
- First-half growth-product revenue increased to $158.8 million from $113.5 million. Broadband Access, Optical Access and Internetworking all grew; traditional product revenue was broadly flat for the half. Management said traditional revenues, including HDSL, are expected to decline over time as customers migrate technologies.
- Q2 gross margin improved, while first-half gross margin declined. Management cited better production-volume absorption and manufacturing efficiencies in Q2, offset over the first half by expedited-material costs from industry-wide component constraints. It expected those constraints to ease over the balance of the year.
- Operating expenses rose in dollars, including higher staffing, incentive compensation, travel, testing and product-development costs; as a share of sales, SG&A and R&D declined.
- First-half realized investment results shifted from a $2.2 million loss in 2009 to a $4.7 million gain in 2010, mainly reflecting a gain on sale of an equity security in 2010 and prior-year impairments. The 2010 sale generated a $4.0 million realized gain.
- The first-half effective tax rate increased to 34.6% from 30.7%, partly because 2009 included a one-time $1.7 million tax benefit and an R&D tax-credit benefit that expired at year-end 2009. First-half 2010 also included a benefit from reversal of certain uncertain tax positions after an IRS audit.
Outlook, risks and contingencies
The company provided no quantified revenue or earnings guidance. Management said it believes cash, investments and operating cash flow are adequate for operating and capital needs for the foreseeable future, and expects to use cash for working capital, repurchases, dividends, product development and sales and marketing. A quarterly dividend of $0.09 per share was declared for payment in August 2010.
Key disclosed risks include limited order backlog and quarter-to-quarter demand variability; customer concentration; competition and margin pressure; product approval and technology-transition risks; dependence on suppliers and contract manufacturers; component constraints; inventory obsolescence; warranty costs; customer credit; and exposure to investment values, interest rates and foreign exchange. The company reported no material change to previously disclosed risk factors, no material off-balance-sheet financing, and no known litigation or other contingency expected to materially affect its business or financial condition. Disclosure controls were judged effective, with no material internal-control changes reported.
Important facts for investors to verify
- Whether growth in Broadband Access, Optical Access and Internetworking can continue, and how the expected decline in traditional products affects the mix.
- Whether component supply constraints and expedited-material costs ease as management anticipated, and whether inventory growth creates obsolescence or cash-conversion risk.
- The sustainability of margins and earnings, including the impact of investment gains and differing tax benefits on comparisons.
- The liquidity and valuation risks in the sizeable investment portfolio, including the concentrated European equity holding and municipal variable-rate demand notes.
- The bond’s repayment schedule and collateral arrangement, and the company’s continued capacity to fund dividends and share repurchases.
