Changes and drivers versus comparable periods
- Q3 revenue rose 38%; nine-month revenue increased 11%. Management said the increase was substantially driven by a material consumer-electronics customer, with revenue from other customers also up 11% in both periods.
- Factory-automation revenue drove the increase. The company cited higher sales across the Americas, Europe, and Greater China; Greater China had the largest percentage growth among those regions. Semiconductor and electronics capital-equipment revenue was a small share of sales.
- Q3 gross margin improved to 78%, reflecting product and service mix for the material customer and lower material costs. Nine-month margin declined to 77% from 78%, partly due to higher hardware content, inventory charges, and lower-margin logistics installation projects; a Q2 inventory charge reduced nine-month margin by about 40 basis points.
- Operating expenses rose 15% in Q3 and 5% for the nine months. Higher bonuses and personnel costs contributed; nine-month SG&A comparisons also benefited from $5.0 million of Microscan legal fees and settlement expense in 2015.
- Prior-year reported net income included $78.3 million of discontinued-operations income in Q3 and $79.5 million for the nine months, principally associated with the SISD sale. The 2016 nine-month discontinued-operations loss was $0.3 million, including an SISD-related arbitration settlement and legal fees. Continuing-operations results provide the more comparable operating comparison.
Outlook, commentary, risks, and unusual items
- No specific revenue or earnings forecast was provided. Management said it expects significant R&D investment to continue and targets R&D spending of 10%–15% of revenue, with the actual percentage affected by revenue and investment cycles.
- Management expects existing cash, investments, and operating cash flow to cover operating, investing, and financing needs for at least the next 12 months, and does not anticipate needing debt financing in the near future.
- Management described a sequential Q2-to-Q3 decline in factory-automation revenue excluding the material customer, reflecting lower logistics revenue after a particularly strong Q2 and the usual summer slowdown, especially in Europe. Future seasonality tied to the customer depends in part on its product-introduction cycles.
- Q3 effective tax rate was 5% versus 12% a year earlier; nine-month rate was 11% versus 15%. Management attributed the lower 2016 rates largely to discrete items, including $6.0 million of Q3 excess tax benefits from stock-option exercises and a tax-reserve release. Excluding discrete tax items, the company estimated an approximately 18% rate for the periods presented.
- Other items included a $0.4 million Q3 government subsidy and a $0.5 million Q3 investment-income component from a partnership distribution. A $0.5 million reduction in contingent consideration benefited nine-month other income. The company acquired AQSense for approximately $2.5 million in August; it acquired EnShape for €7.0 million on October 27, after quarter-end.
- Key stated risks include reliance on large customers and consumer-electronics or automotive markets, global economic conditions, foreign-exchange movements, product quality and obsolescence, supplier dependence, competition, acquisitions, litigation, and tax exposures. Management said pending ordinary-course legal matters were not expected to materially affect financial position, liquidity, or results; disclosure controls were judged effective.
Important facts for investors to verify
- How much of Q3 and year-to-date growth and receivables depended on the material consumer-electronics customer, and whether associated unbilled revenue was billed and collected as expected before year-end.
- Whether elevated customer demand and the timing of orders are sustainable, given customer product cycles, summer seasonality, and the prior-year shift in revenue between quarters.
- Whether gross margins recover or remain affected by hardware mix, logistics installations, and inventory charges; the filing does not quantify future customer or product mix.
- How much reported earnings benefited from discrete tax items and other unusual income, and the potential timing of the estimated $0.95–$1.05 million tax-reserve release over the next 12 months.
- Progress and costs associated with the AQSense and post-quarter EnShape acquisitions, and future contingent payments tied to the Manatee Works acquisition.
