Material changes and operating drivers

  • Revenue growth came from all major regions and industries, including consumer electronics, automotive, and logistics. Factory-automation revenue rose 17%; semiconductor and electronics capital-equipment revenue declined 2% and represented 4% of revenue.
  • Management attributed the gross-margin improvement to cost reductions, volume purchasing, and manufacturing efficiencies; these were partly offset by higher hardware mix, inventory charges, and lower-margin logistics installation work.
  • Operating expenses increased 8%, reflecting personnel costs and incentive compensation. RD&E spending rose 12% to $78.3 million, or 15% of revenue.
  • The effective tax rate was 11%, versus 15% in 2015. FY2016 included an $11.9 million tax benefit from stock-option exercises; excluding discrete tax items, management reported an 18% rate for both years.
  • FY2015 net income included a $78.2 million after-tax gain from the SISD sale. FY2016 discontinued operations recorded a $0.3 million net loss, principally related to an indemnity arbitration and legal fees.
  • Apple accounted for 19% of FY2016 revenue, up from 18% in 2015. Backlog, including deferred revenue, was $39.3 million versus $27.0 million, but the filing cautions that backlog is not necessarily indicative of future revenue.

Outlook, risks, and unusual items

  • No specific revenue or earnings guidance is provided. Management expects significant continued RD&E investment and targets annual RD&E spending at 10%–15% of revenue.
  • Management said existing cash and investments plus operating cash flow should fund activities for at least the next 12 months. A replacement ERP system was expected to begin in 2017, with service planned for late 2017 or early 2018; implementation could disrupt operations.
  • Key risks include dependence on a major customer and consumer-electronics and automotive spending; international exposure and foreign-exchange movements; competition and product obsolescence; entering logistics and other new markets; and reliance on contract manufacturing and single-source components.
  • Other exposures include inventory forecasting and product-transition risk, cybersecurity and systems disruption, acquisition integration and contingent payments, tax uncertainty, and potential impairment of investments, goodwill, or acquired intangibles. The company reported $95.3 million of goodwill and $8.3 million of net intangible assets.
  • Four acquisitions were completed in 2016. Certain acquired-company payments remain contingent or deferred. The filing reports no significant accrued contingencies; ordinary-course legal matters were not expected by management to materially affect financial position, liquidity, or results.
  • Available-for-sale debt securities had $848,000 of gross unrealized losses, which management judged temporary; no investment impairment was recorded. The 2016 tax rate was unusually low relative to the 18% rate excluding discrete items.

Important facts for investors to verify

  • Whether customer concentration, particularly the 19% revenue contribution from Apple, persists or changes.
  • Whether growth in logistics and other newer applications can be sustained and generate margins comparable to the historical business.
  • How much of FY2016 earnings growth reflects recurring operations versus the unusually low tax rate and other discrete items.
  • Cash conversion, investment portfolio quality and maturity profile, and capital returns relative to future acquisition and operating needs.
  • Progress and costs of the ERP replacement, acquisition milestones and payments, and any changes in supplier availability or inventory reserves.
  • The company reported unqualified audit opinions on its financial statements and internal control over financial reporting; management also concluded disclosure controls were effective at year-end.
