Cognex Corporation — Q1 2014 Form 10-Q
Reporting period: Three months ended March 30, 2014; unaudited. Comparisons are with the three months ended March 31, 2013. Per-share and share data reflect the 2013 two-for-one stock split.
Business context
Cognex supplies machine-vision products and related services for manufacturing automation. Its reportable segments are Modular Vision Systems (MVSD) and Surface Inspection Systems (SISD). Factory automation accounted for 83% of Q1 revenue, semiconductor and electronics capital equipment for 7%, and surface inspection for 10%.
Financial performance
| Metric | Q1 2014 | Q1 2013 |
|---|---|---|
| Revenue | $90.9 million | $80.9 million |
| Gross profit / margin | $69.8 million / 77% | $61.5 million / 76% |
| Operating income / margin | $22.4 million / 25% | $18.0 million / 22% |
| Net income / margin | $18.5 million / 20% | $15.6 million / 19% |
| Diluted EPS | $0.21 | $0.18 |
| Operating cash flow | $17.5 million | $18.8 million |
Revenue increased 12%, led by factory automation sales, which rose 19%; semiconductor/electronics capital equipment sales fell 12%, and surface inspection sales fell 8%. Product revenue grew 12% and service revenue grew 18%. Gross margin improved mainly because MVSD products represented a larger share of sales. Operating expenses rose 9%, principally from engineering and sales headcount growth. The effective tax rate was 19%, versus 16% in 2013; the prior-year rate benefited from a $0.6 million discrete R&D tax-credit adjustment.
Net cash used in investing activities was $9.7 million, including $2.7 million of capital expenditures; financing activities used $6.2 million, including $14.3 million of share repurchases. Cash and cash equivalents were $42.5 million at quarter-end. Total cash, cash equivalents, and investments were $464.2 million. Current assets were $189.9 million and current liabilities were $52.5 million. Cognex reported no debt.
Changes, outlook, and risks
Compared with Q1 2013, operating income rose 25% and net income rose 19%. Service and product mix supported revenue growth, while lower SISD installation-service margins reduced SISD and total service margins. Q1 factory automation revenue was down 6% sequentially, a seasonal pattern management described as typical. Management expected factory automation and surface inspection revenue to grow in Q2 versus Q1; no numerical revenue or earnings guidance was provided. Semiconductor/electronics demand had improved sequentially, but management cited the market’s cyclicality and limited visibility into future orders.
Management said existing cash and expected operating cash flow should be sufficient for operating, investing, and financing needs over the next 12 months. The company had no Q1 dividend; future dividends remain subject to board discretion. A new $50 million repurchase authorization was approved on April 29, 2014, to take effect after completion of the existing program.
Key risks cited include global economic conditions, cyclical semiconductor/electronics demand, reliance on automotive and consumer-electronics markets, customer concentration, foreign-exchange movements, suppliers and product quality, product transitions and demand forecasting, competition, technology and intellectual-property protection, litigation, acquisitions, investment or goodwill impairments, taxes, and information-security or systems disruptions. Patent litigation remained ongoing, including the Microscan/Code case; an adverse outcome could materially affect financial position, liquidity, results, or indemnification obligations. Outstanding letters of credit totaled $1.7 million; no related liability was recorded. Management reported effective disclosure controls and no material change in internal control over financial reporting.
Other notable items: investment income was higher year over year partly because the 2013 quarter included a $0.4 million unrealized loss on a trading security. Management disclosed the possibility of releasing approximately $0.7–$0.8 million of tax reserves over the next 12 months, subject to examination outcomes and statute expirations.
Investor verification priorities
- Assess whether factory automation growth and management’s stated Q2 expectations materialized, and monitor the more cyclical semiconductor/electronics market.
- Track SISD revenue timing and installation margins; management attributed declines partly to delays associated with a late-2013 software release.
- Review operating cash conversion, investment portfolio liquidity and valuation, and the effect of ongoing buybacks and stock-option dilution.
- Monitor the patent cases, the potential tax-reserve release, and the $0.6 million remaining Venrock investment commitment.
- Compare future reported results with management’s qualitative outlook; the filing provides no numerical full-year guidance.
