Material Changes Versus Prior Comparable Period

  • Quarterly sales increased 13.3%; year-to-date sales increased 15.2%. Management attributed the year-to-date increase to volume and product mix, pricing actions and favorable foreign-currency translation.
  • Quarterly gross profit increased 25.6%, and year-to-date gross profit increased 26.4%. Margin expansion reflected higher volume, lower product-liability and restructuring costs, and favorable manufacturing variances, partly offset by forging-facility inefficiencies and a pension curtailment charge.
  • Operating income increased by $7.1 million in the quarter and $13.2 million year to date. Selling expenses were broadly stable in the quarter, while general and administrative expenses increased due partly to expansion in Asia and Latin America and higher variable compensation.
  • Restructuring charges declined to zero in the quarter and $0.4 million year to date, versus $0.3 million and $1.8 million, respectively, in the prior-year periods. A European workforce reduction generated approximately $0.4 million of current-year termination benefits.
  • Interest expense increased because the company had $150.0 million of 7 7/8% notes outstanding, compared with $124.9 million of 8 7/8% notes in the prior-year period. The new notes mature in 2019.
  • Comprehensive income was adversely affected by foreign-currency translation: comprehensive loss was $0.4 million in the quarter despite $6.7 million of net income, and comprehensive income was $4.8 million year to date.

Guidance, Outlook, Risks and Unusual Items

  • Management expects fiscal 2012 capital expenditures of approximately $13 million to $15 million, compared with $12.5 million in fiscal 2011.
  • Management estimates a fiscal 2012 effective tax rate of approximately 25% to 30%, including discrete items. Current-year tax expense includes approximately $0.9 million related to a prior-period foreign tax assessment, including taxes, interest and penalties.
  • Management continues to pursue global expansion, new products, Lean initiatives, productivity improvements, cost containment and possible strategic acquisitions or joint ventures. Steel-price increases, including higher scrap and alloy surcharges, are being addressed through pricing and customer surcharges, although margin recovery is not assured.
  • The company recorded a $1.2 million pension-plan curtailment charge in the first six months and expects to contribute approximately $11.5 million to pension plans during fiscal 2012.
  • Asbestos-related liability was recorded at approximately $11 million on a discounted, probable-and-estimable basis. The estimated aggregate liability, including legal costs, ranges from $7 million to $17 million over an estimated 18-to-30-year claims period. Approximately $1 million of payments are expected over the next twelve months.
  • Goodwill and intangible-asset impairment charges were not recorded. Goodwill impairment remains sensitive to forecast cash flows, margins, growth rates, terminal values, discount rates and other market conditions.
  • Other risks include global economic conditions, industrial demand, customer and supplier conditions, foreign exchange, steel and energy costs, pension obligations, asbestos claims, restructuring execution, acquisitions and seasonal or large-order fluctuations. Management reported no material changes to previously disclosed risk factors and no material changes in market risk.

Investor Verification Items

  • Verify the sustainability of sales growth and gross-margin expansion after favorable volume, pricing, currency and restructuring comparisons.
  • Monitor inventory and receivables growth, working-capital conversion and the relatively modest year-to-date operating cash flow compared with reported earnings.
  • Review leverage, covenant headroom, letters of credit and the terms of the $150 million 7 7/8% notes due 2019.
  • Assess exposure to steel-price inflation, foreign-exchange movements and demand weakness in Europe and other international markets.
  • Reconcile the $0.9 million foreign tax assessment, pension contributions and curtailment charge with future cash requirements.
  • Evaluate the range and duration of asbestos-related liabilities and the potential for future earnings charges despite management’s assessment of limited liquidity impact.
  • Confirm the company’s fiscal 2012 tax-rate and capital-expenditure expectations and track any goodwill impairment indicators.
