COMTECH TELECOMMUNICATIONS CORP quarterly report, Q3 FY2015

Comtech Telecommunications Corp. — Form 10-Q Summary

Reporting period: Fiscal third quarter and nine months ended April 30, 2015; comparable periods ended April 30, 2014. Amounts are in U.S. dollars.

Business context

Comtech designs and sells communications products, systems and services through telecommunications transmission, RF microwave amplifiers, and mobile data communications segments. The filing describes weak demand in satellite earth station products and the timing shift of large microwave-system opportunities as significant factors affecting results.

Quarterly revenue fell in telecommunications transmission ($45.6 million, down 25.5%) and RF microwave amplifiers ($19.7 million, down 12.4%), partly offset by mobile data communications ($6.3 million, up 21.2%). Nine-month sales declined in all three segments. Improved gross margin reflected segment mix, stronger-than-expected performance on two North African microwave contracts, and lower warranty estimates; lower sales nevertheless reduced operating income.

Liquidity, debt and capital allocation

  • Cash and cash equivalents were $142.0 million at April 30, 2015, down from $154.5 million at July 31, 2014. Current assets were $297.6 million and current liabilities $64.8 million.
  • Nine-month investing cash outflow was $2.8 million, primarily capital expenditures; financing cash outflow was $17.3 million, including $14.6 million of dividends and $5.0 million of share repurchases.
  • The company reported no outstanding borrowings. Its $15 million uncommitted secured credit facility expires October 31, 2015; $3.2 million of standby letters of credit were outstanding.
  • Comtech declared a $0.30-per-share dividend payable August 18, 2015. It had $8.7 million of remaining authorization under its $100 million repurchase program as of June 3, 2015.

Outlook, risks and notable items

  • Management expected fiscal 2015 sales and operating income to be below fiscal 2014, and did not expect market conditions to meaningfully improve in fiscal Q4. Excluding potential one-time costs from its operational review, management targeted fiscal 2015 operating margin of approximately 11%; it expected an effective tax rate of approximately 34.75%, excluding discrete items.
  • Satellite earth station bookings were weak, particularly in Russia and parts of the Middle East, amid lower oil prices and a stronger U.S. dollar. Management characterized the softness as short-term, but acknowledged uncertainty. Several large microwave-system revenue and operating-income opportunities shifted from fiscal 2015 to fiscal 2016.
  • Management anticipated RF microwave amplifier sales above fiscal 2014 levels, citing positive reception and an initial order for its new “Super-Power” product. This outlook depended on expected orders. Mobile data communications sales and operating income were expected below fiscal 2014; U.S. Army contracts are terminable and option-dependent.
  • An ongoing operational assessment had led to cost-reduction and organizational actions; further changes and one-time charges were possible. A domestic-subsidiary joint venture was formed in May 2015 to coordinate pursuit of opportunities.
  • Goodwill was $137.4 million. Management reported no impairment in its August 2014 qualitative assessment, but warned that weaker-than-assumed revenue, prolonged market weakness, defense spending changes or changes to reporting units could prompt an interim test and material impairment.
  • Other exposures include customer and contract concentration, government funding and termination discretion, long-term contract estimates, inventory and warranty estimates, and potential IRS audits of fiscal 2012–2014 returns. Unrecognized tax benefits totaled $2.9 million.
  • Previously disclosed U.S. government and SEC investigations had produced no government contact since September 2012; management did not believe legal proceedings were likely, but could not predict outcomes. A May 2015 licensed-technology dispute was at an early stage and management did not expect a material adverse effect.
  • Management expected significant operating cash generation in fiscal Q4 from billing and collection on the large microwave contracts, but said the amount was difficult to predict. It considered existing cash and expected operating cash flows sufficient for anticipated needs.

Investor verification checklist

  • Track satellite earth station bookings, international customer purchasing conditions, and whether expected microwave-system awards arrive on schedule.
  • Verify collection and billing progress on the North African contracts and the resulting fourth-quarter operating cash flow.
  • Compare fiscal 2015 sales, operating margin and segment outlook with actual results, including potential operational-review charges.
  • Monitor the U.S. Army contract option exercise, funding and renewal status, and orders for the new amplifier product.
  • Assess goodwill headroom and any impairment test, alongside customer concentration and contract-estimate changes.
  • Confirm the credit facility’s status after its October 2015 expiration and track dividends, repurchases, tax exposures and the technology dispute.
