Material changes versus the prior comparable period
- Revenue declined because of substantially lower peripheral demand amid macroeconomic pressure, inflation and the effects of the Russia-Ukraine war.
- Components and systems revenue benefited from improved availability of reasonably priced GPUs and CPUs and new game releases.
- Overall gross margin improved as freight costs and tariffs normalized, although peripheral margin declined because of higher excess and obsolete inventory charges.
- Operating results improved despite lower revenue due to reduced operating expenses and better gross margin.
- Operating cash flow turned positive, primarily due to reductions in accounts receivable and inventories and increases in accounts payable.
- The company repaid $10.0 million of debt during the quarter, including an $8.75 million term-loan principal prepayment.
Guidance, outlook, commentary and risks
The filing does not provide numerical quarterly or full-year revenue or earnings guidance. Management expects gross margin to benefit from further supply-chain improvement during the remainder of 2023 and believes gaming-market demand may improve as reasonably priced GPUs become more available and new game titles are released. Management also noted recovery in gaming and streaming trends beginning in the fourth quarter of 2022.
Management believes existing cash, expected operating cash flow and potential revolver borrowings will be sufficient to fund principal cash needs for at least the next twelve months. Contractual obligations included $272.6 million of debt principal and interest payments, $92.3 million of inventory-related purchase obligations, $65.2 million of operating lease obligations and $20.3 million of other purchase obligations.
- The term loan carries variable interest rates; a hypothetical 100-basis-point rate increase would increase annual interest expense by approximately $2.3 million.
- The company must comply with leverage and interest-coverage covenants. It was not in default at March 31, 2023. The applicable maximum net leverage ratio was 3.75 to 1.00 for the quarter and was scheduled to step down thereafter.
- Customer concentration is significant: Amazon represented 25.8% of Q1 revenue and the ten largest customers represented approximately 51.5%. Customers generally do not have long-term purchase commitments.
- Macroeconomic weakness, inflation, recession risk, geopolitical tensions, foreign-exchange volatility, supply-chain conditions and excess inventory may affect demand, margins and liquidity.
- Approximately 15.7% of Q1 revenue was denominated in foreign currencies. A hypothetical 10% currency movement would affect reported foreign-exchange gains or losses by approximately $0.9 million.
- The iDisplay acquisition includes redeemable noncontrolling interests with a carrying value of $20.6 million and put-option rights that expire after January 1, 2025.
- The filing reports no material litigation, no letters of credit outstanding and no material changes to previously disclosed risk factors.
Important facts for investors to verify
- Whether the sharp decline in peripheral demand stabilizes and whether components and systems growth continues.
- Progress toward the company’s expected gross-margin improvement and the level of future inventory impairment or excess-and-obsolete charges.
- Variable-rate debt costs, covenant compliance and the scheduled reduction in permitted leverage ratios.
- Sustainability of positive operating cash flow, including working-capital movements and use of accounts-receivable factoring.
- Customer concentration, particularly Amazon and the ten largest customers, and the absence of long-term purchase commitments.
- Execution and market acceptance of new products, including the FLEX OLED monitor and expanded Stream Deck products.
