CSP INC annual report, FY2020

CSP Inc. — FY2020 Form 10-K

Reporting period: Fiscal year ended September 30, 2020. The filing is an annual report, not a standalone Q4 report; it does not provide clear standalone fourth-quarter results.

Business context

CSPi provides IT integration, managed and cloud services, cybersecurity products, network adapters, and high-performance computing systems. Its Technology Solutions (TS) segment resells third-party IT products and provides integration and managed services; High Performance Products (HPP) sells cybersecurity, networking, and legacy defense products. TS generated 90% of FY2020 revenue and HPP 10%.

Operating cash flow turned positive, driven in part by lower receivables, inventory, and other assets; this was partly offset by an $8.0 million decline in accounts payable and accrued expenses. Investing activities used $0.3 million and financing activities provided $0.8 million. Cash dividends paid were $1.3 million.

At year-end, the balance sheet reported $1.6 million outstanding on the inventory line of credit and $4.1 million of notes payable, net of discounts. Separately, operating lease liabilities were $2.1 million and finance lease liabilities were $0.3 million. The inventory facility had $15 million capacity; the company was covenant-compliant. Management said available cash, operating cash generation, and credit availability should meet working-capital and capital-expenditure needs for the foreseeable future.

Changes versus FY2019

  • Revenue fell 22% ($17.3 million). TS revenue declined 21% to $55.9 million, chiefly from lower product sales; HPP revenue declined 26% to $5.9 million, as lower product sales more than offset higher services and royalties.
  • Gross profit declined $0.9 million, but gross margin improved five percentage points. Management attributed the higher margin rate to revenue mix and the absence of large, lower-margin TS deals recorded in FY2019.
  • Operating loss widened by about $0.6 million and net loss by about $1.1 million. A $0.4 million income-tax provision in FY2020 contrasted with a $0.1 million tax benefit in FY2019; the provision included a valuation allowance against U.S. deferred tax assets.
  • Revenue from the largest customer was $6.5 million, or 10% of total revenue, versus $10.2 million, or 13%, in FY2019. That customer represented 28% of year-end receivables.

Outlook, risks, and unusual items

  • Management attributed the revenue decline largely to COVID-19-related customer budget cuts or delays and restrictions on in-person business and customer-site access. It said a return to regular business volume was anticipated when the economy fully reopened, but could not estimate the duration or extent of pandemic effects.
  • ARIA cybersecurity revenue was limited in FY2020, partly because the pandemic constrained trials and deployments. Management reported a growing pipeline and expected additional ARIA revenue beginning in FY2021; no quantified revenue or earnings guidance was provided.
  • On April 17, 2020, CSPi and its subsidiary received approximately $2.2 million in Paycheck Protection Program loans. After year-end, the SBA forgave the loans; the company said forgiveness would be recognized as income in FY2021’s first quarter.
  • The company identified an immaterial FY2020 interim-period revenue-recognition error: certain transactions recorded net should have been recorded gross. The revision increased sales and cost of sales but did not affect gross profit, net income, EPS, balance sheets, or cash flows. Separately, management disclosed a material weakness in revenue-recognition controls concerning principal-versus-agent determinations. Disclosure controls and internal control over financial reporting were deemed ineffective as of year-end, and management could not conclude the weakness had been remediated.
  • Quarterly cash dividends and the stock repurchase program were suspended in May 2020 pending greater economic clarity. No material legal proceedings were reported.
  • Key risks include COVID-19 and economic uncertainty, customer concentration, reliance on federal government contracts and sole-source components, intense competition, and the material weakness in financial reporting controls. The independent auditor gave an unqualified opinion on the financial statements but did not audit or opine on internal control effectiveness.

Important facts for investors to verify

  • Whether the revenue-recognition control weakness has been remediated and whether subsequent filings report any further corrections.
  • Whether revenue, cash generation, and customer demand recovered after FY2020, particularly in TS products and ARIA deployments.
  • Whether the SBA loan forgiveness was recognized in FY2021 as expected, and how the resulting income affected reported results.
  • Whether the largest customer’s revenue and receivables concentration, and the company’s government and supplier dependencies, have changed.
  • Whether the dividend and repurchase suspensions remain in effect and whether liquidity and credit-covenant compliance remain adequate.
