Hardware revenue fell 15.1% to $166.5 million, while services and solutions revenue rose 119.5% to $15.2 million. M2M revenue declined 13.9% to $174.2 million and produced $12.8 million of operating income, down 32.0%. Solutions revenue grew to $7.4 million, but the segment recorded a $4.0 million operating loss. Digi reported no borrowings in the presented balance sheet; total liabilities were $26.0 million and stockholders’ equity was $319.1 million.
FY2017’s effective tax rate was 1.3%, versus 19.2% in FY2016, reflecting tax benefits including reserve expirations and the change in contingent consideration. The filing reports $14.4 million of continuing-operations EBITDA, a non-GAAP measure, or 7.9% of revenue, versus $21.0 million and 10.4% a year earlier.
For the September 2017 quarter, revenue was $45.1 million, gross profit $21.3 million, continuing-operations income $4.3 million and diluted EPS $0.16.
Material changes and notable items
- M2M weakness reflected declines in mature products, reduced purchases by significant customers and delayed new-product introductions. Network product revenue fell 26.0%; management expects that category to decline approximately 10%–15% annually.
- Services and solutions growth included $6.1 million of incremental revenue from FreshTemp and SMART Temps, acquired during FY2017. Digi reported nearly 14,000 Solutions customer sites at year-end.
- Cash from operations fell sharply, with working-capital effects including higher inventory, lower accounts payable and incentive-compensation payments. FY2017 business acquisitions used $30.1 million net of cash acquired.
- On October 20, 2017, after year-end, Digi acquired TempAlert for $45 million, subject to working-capital adjustments; $40.7 million was paid at closing. Additional earn-outs may be payable, with disclosed caps of up to $35 million and $45 million for the respective earn-out periods. TempAlert is excluded from FY2017 results. Management expected Solutions to contribute 10%–15% of FY2018 revenue following the acquisition.
- Digi recorded $2.5 million of restructuring charges related principally to consolidating France operations in Munich and eliminating positions. A prior internal-control material weakness involving journal-entry access at a German subsidiary was reported remediated; management and the auditor concluded controls were effective as of year-end.
- The company settled a patent-infringement claim for an immaterial amount. It also disclosed an unsolicited Belden acquisition proposal of $13.82 per share, rejected and later rescinded in May 2017.
Outlook, risks and contingencies
Management expects continued growth in the IoT marketplace and Solutions demand, but offered no consolidated revenue or earnings guidance in the provided filing text. Its strategy is to manage M2M for modest growth and improved operating leverage while prioritizing Solutions customer and revenue growth. Management cited longer-than-expected Solutions sales cycles and missed FY2017 expectations for new-product and Smart Solutions revenue.
Key risks include continued contraction in legacy hardware, project- and customer-driven revenue variability, product-development delays, intense competition, potential margin pressure, acquisition integration and execution, cybersecurity and service reliability, channel and single-source supplier dependence, foreign-exchange exposure, and possible goodwill impairment. Foreign-currency sales were not formally hedged. Approximately $34.6 million of undistributed foreign earnings was intended to remain invested abroad; the company estimated up to $0.6 million of unrecognized deferred tax liability under then-current tax laws. Operating lease commitments totaled $3.8 million; uncertain-tax-position payments and sales-based royalties were not included in that amount.
Important facts for investors to verify
- Whether M2M product declines stabilize and whether announced product design wins convert to meaningful FY2018 sales.
- Whether Solutions growth and recurring revenue scale, improve segment profitability and support management’s stated FY2018 revenue mix expectation after TempAlert.
- Post-acquisition cash, liquidity and operating cash flow, including TempAlert earn-out exposure and integration costs.
- The sustainability of FY2017’s unusually low tax rate and the effect of changes in tax law or tax-reserve adjustments.
- Goodwill sensitivity: the FY2017 impairment tests showed estimated fair value only about 7% above carrying value for M2M and 8% for Solutions.
- That FY2016 net income included discontinued-operation proceeds/results, making continuing-operations comparisons more informative.
