At year-end, cash and cash equivalents were $45.0 million; marketable securities totaled $60.8 million. Total liabilities were $25.4 million and stockholders’ equity was $274.9 million. The balance sheet reports no interest-bearing debt; interest expense was $4,000. Investing cash outflow was $19.5 million, principally reflecting net purchases of marketable securities. The company repurchased $2.2 million of stock during FY2015.
Adjusted EBITDA, a non-GAAP measure adjusted for the insurance recovery, was $12.9 million, or 6.1% of revenue, versus $7.8 million, or 4.0%, in FY2014. It is not a substitute for GAAP earnings or cash flow.
Material changes versus FY2014
- Hardware revenue rose 13.1% to $195.5 million, led by cellular routers and gateways, up 49.6% to $58.7 million, and RF products, up 18.1% to $34.4 million. Service revenue fell 12.6% to $17.4 million.
- North American revenue increased 17.3% to $136.6 million. EMEA revenue was nearly flat; currency movements reduced FY2015 revenue by approximately $3.4 million overall.
- Gross margin declined 0.9 percentage points. Hardware margin fell to 48.3% from 50.4%, reflecting a greater mix of lower-margin growth products and added costs from the Thailand contract-manufacturer fire. Service margin improved to 21.2% from 17.0% following restructuring and improved consulting utilization.
- Operating expenses rose 1.4% to $91.6 million, including higher R&D expense and $0.5 million of restructuring charges. Operating cash flow improved substantially from FY2014.
Outlook, management commentary and risks
- Management expects growth trends in cellular products to continue in FY2016, but cautions that growth rates could differ materially from FY2015. It expects network-product revenue to continue declining, with anticipated annual decreases of 5% to 15%. No consolidated FY2016 revenue or earnings guidance is provided.
- Management’s priorities include simplifying operations, controlling costs, reducing product SKUs, strengthening global distributor relationships, and focusing on core IoT connectivity. It believes available resources and expected operating cash flows will fund operations and capital expenditures for the next twelve months and beyond.
- After year-end, Digi acquired Bluenica on October 5, 2015 for $2.9 million upfront, with revenue-based earn-outs capped at $11.6 million plus a possible additional payment of up to $3.5 million. Management expects its cold-chain solution to create recurring cloud revenue; the acquisition’s preliminary purchase-price allocation was not available in the filing.
- Digi sold Etherios, its CRM consulting business, on October 23, 2015 for stated consideration of $9.0 million, subject to adjustments. Net cash proceeds at closing were $2.9 million, with deferred payments of $3.0 million due in 2016 and $2.0 million in 2017. Beginning in FY2016, Etherios is to be reported as discontinued operations.
- A November 2015 restructuring affecting corporate staff, principally the Dortmund office, was expected to incur $0.4 million to $0.6 million in charges, with payments completed by FY2016 year-end.
- Unusual FY2015 items include a $1.4 million insurance gain related to the Thailand fire and $0.9 million in net tax benefits. The prior-year comparison also includes $1.4 million of net tax benefits in FY2014, so reported earnings comparisons reflect discrete tax items.
- Key risks include rapid technology change and competition, declining mature-product demand and margin pressure, dependence on distributors and third-party suppliers, cybersecurity and cloud-service execution, foreign currency exposure without formal hedging, economic and industry-specific weakness, and acquisition integration. A fire at a Thailand contract manufacturer disrupted production in the first half of FY2015. General litigation and intellectual-property claims remain possible; a prior Ethernet patent suit was settled in FY2013.
- Management and the auditor concluded that internal control over financial reporting was effective at September 30, 2015. A material weakness concerning income-tax controls reported in FY2014 was stated to have been remediated.
Important facts for investors to verify
- Whether cellular and RF growth can offset ongoing weakness in network products and declining service revenue.
- Whether the lower hardware gross margin persists as growth products become a larger share of sales, and whether cost actions offset that pressure.
- The realized costs, integration progress, earn-outs and recurring revenue contribution from Bluenica, and the timing and collection of Etherios’s deferred sale proceeds.
- The company’s cash availability in the United States: approximately $28.2 million of foreign earnings were designated indefinitely reinvested, and repatriation could trigger additional tax.
- Exposure to currency changes, supplier disruptions, large one-time customer orders, and the potential effects of litigation, tax audits or other contingencies.
