Material Changes and Unusual Items
- Revenue increased 7%, but operating income fell about 3% and operating margin declined from 25.9% to 23.7%, reflecting expense growth outpacing revenue growth.
- The 2017 income tax provision was $3.288 billion, producing a 144.5% effective tax rate. It included a provisional $3.1 billion charge related to the Tax Cuts and Jobs Act, partly offset by a $695 million tax benefit from a tax-basis step-up for Classifieds intangible assets. A $376 million noncash foreign-exchange remeasurement charge also affected tax expense. The company said its accounting for the new tax law was incomplete and estimates could change.
- The prior-year comparison was unusually favorable: 2016 included a $4.6 billion tax benefit from a foreign tax-basis step-up and a $1.3 billion pretax gain from selling MercadoLibre holdings. 2017 interest and other, net was $11 million versus $1.326 billion in 2016.
- eBay sold its India business and invested $500 million in Flipkart, receiving a 5.44% stake; it recorded a $167 million disposal gain. It also recorded a $61 million impairment of its Snapdeal investment.
- In 2018, eBay expected to adopt the new revenue-recognition standard retrospectively. Management estimated higher reported revenue and sales and marketing expense, with little change to earnings: adjusted 2017 revenue would have been $9.926 billion versus $9.567 billion reported.
Outlook, Risks and Contingencies
The filing provides no specific numeric revenue or earnings guidance. Management described continued investment in personalized shopping, structured inventory data, seller tools, mobile experiences, marketing and StubHub’s supply and international reach. Management stated that available cash, investments, operating cash generation, borrowing capacity and capital-market access were expected to fund operations, planned capital expenditures and repurchases for the foreseeable future. The board authorized an additional $6.0 billion share-repurchase program in January 2018; repurchases remain subject to market conditions and management discretion.
Key disclosed risks include intense competition and the need to improve buyer and seller experience; dependence on international and cross-border commerce and foreign exchange rates; privacy, cybersecurity, fraud and platform availability; extensive and changing tax and other regulation; and litigation, including intellectual-property, antitrust, consumer-protection and ticket-resale matters. The company disclosed that probable legal accruals and reasonably possible monetary losses above accruals were not material based on information available, while noting that outcomes are uncertain and non-monetary remedies cannot be estimated. It also warned that the Tax Act accounting and tax examinations could result in further adjustments. eBay was investment grade and reported compliance with debt covenants at year-end.
Most Important Facts to Verify
- Separate underlying operating performance from the large, unusual 2017 tax charge and compare it with the exceptional 2016 tax benefit and investment gain.
- Track operating-margin pressure, rising operating costs and transaction-loss provisions against revenue and GMV growth.
- Review the final accounting for the Tax Act, including the provisional deemed-repatriation and foreign-earnings tax amounts, and the expected cash-tax effects of the legal-structure realignment.
- Assess debt maturities, interest-rate exposure, foreign-held liquidity and the extent to which repurchases compete with other capital needs.
- Monitor whether Marketplace engagement, take rates and seller/buyer experience improve, and whether the Flipkart arrangement and Classifieds growth deliver expected benefits.
