EBAY INC annual report, FY2016

eBay Inc. — 2016 Form 10-K

Reporting period: Fiscal year ended December 31, 2016. The filing is an annual report; fourth-quarter figures are included below where available. eBay’s continuing businesses were Marketplace, StubHub and Classifieds; PayPal and Enterprise were reported as discontinued operations following their 2015 separation and sale.

Business context and operating performance

eBay connects buyers and sellers through global commerce, ticketing and classifieds platforms. At year-end, Marketplace and StubHub had more than 167 million active buyers and over one billion live listings. 2016 GMV was $83.8 billion, up 3% reported and 5% on an FX-neutral basis; approximately 59% was generated outside the U.S.

Material changes versus prior period

  • Revenue rose 5% reported, or 7% FX-neutral. StubHub transaction revenue increased 29% to $937 million, with GMV up 21% and take rate rising to 21.76%.
  • Marketplace transaction revenue was nearly flat at $6.107 billion. Marketplace GMV increased 2% reported (5% FX-neutral), while its take rate declined to 7.69% from 7.81%, reflecting seller mix and increased buyer and seller incentives.
  • Marketing services and other revenue grew 10% to $1.935 billion, led by Classifieds growth. The stronger U.S. dollar reduced reported international results.
  • Cost of revenue rose 13% to $2.007 billion, increasing from 20.6% to 22.4% of revenue, as eBay invested in site operations and data centers and incurred higher payment-service transaction fees. Product development expense rose 21% to $1.114 billion.
  • Operating margin improved modestly, but cash from continuing operations declined slightly. Debt increased following $2.25 billion of senior-note issuance in 2016.

Fourth-quarter results and unusual items

Q4 revenue was $2.395 billion versus $2.322 billion in Q4 2015. Continuing income was $5.948 billion versus $523 million; diluted continuing EPS was $5.31 versus $0.43. The sharp increase primarily reflects a $4.6 billion noncash tax benefit from the initial stage of eBay’s legal-structure realignment. Full-year continuing income and EPS are therefore not representative of underlying operating growth.

eBay also sold its MercadoLibre equity holdings in Q4 for net proceeds of approximately $1.3 billion, recording a $1.3 billion pretax gain in interest and other, net. The gain and tax benefit were significant one-time contributors to reported earnings.

Outlook, risks and contingencies

  • No specific revenue, earnings or cash-flow guidance is provided in the filing. Management expects the legal-structure realignment to continue into 2018; it may produce additional noncash tax impacts, including a potential tax-basis step-up for foreign Classifieds platforms in the first half of 2017, and is expected to increase future income-tax provision.
  • Management cited intense ecommerce competition, foreign-exchange exposure, mobile and technology execution, cybersecurity and service interruptions, cross-border trade, extensive regulation, and litigation as material risks. Brexit-related uncertainty was also highlighted.
  • Management identified a material weakness in tax-accounting controls related to the 2016 legal-structure transactions. Disclosure controls and internal control over financial reporting were ineffective at year-end. Management planned enhanced review, documentation and training controls, targeting remediation by the end of 2017. The auditor also concluded that internal control over financial reporting was ineffective; its opinion on the financial statements was unqualified.
  • Legal accruals for probable losses were not material, but outcomes remain uncertain; eBay stated it could not estimate potential losses from non-monetary remedies. The 2014 data breach remained subject to inquiries and a class action dismissed with leave to amend; further regulatory action was possible.
  • Of $8.2 billion in cash and investments held by non-U.S. subsidiaries, approximately $4.6 billion was available for U.S. use without additional U.S. income taxes beyond amounts accrued. Other indefinitely reinvested foreign earnings could incur tax if repatriated. The filing reports $7.4 billion of such earnings.

Most important facts for investors to verify

  • Whether the $4.6 billion deferred-tax benefit and related tax-basis step-up are supportable, and how the ongoing realignment affects future cash taxes and reported tax expense.
  • Whether management remediated the material weakness on schedule and whether subsequent filings confirm effective tax controls.
  • Underlying Marketplace growth and take-rate trends, separating operating performance from currency effects and incentives; assess whether StubHub’s strong growth is sustained.
  • Debt maturities, refinancing needs and cash availability: $1.45 billion of debt was current at year-end, while significant cash and investments were held abroad.
  • The effects of the 2018 revenue-recognition standard on fee timing, incentives and gross-versus-net revenue presentation; eBay said the assessment was ongoing.
