Material changes and operating trends
- Revenue and demand weakened, particularly among military customers. Backlog declined to approximately $5.7 million from $10.1 million a year earlier; orders may be changed or cancelled.
- Cost of revenue fell less quickly than sales, rising to 87.1% of revenue from 84.1%. SG&A was broadly flat at $6.773 million versus $6.722 million.
- The tax result reversed: Eltek recorded a $1.634 million expense in 2014 after a $2.975 million benefit in 2013. Management cited increased uncertainty about future taxable income and reduced deferred tax assets; the valuation allowance rose to $3.319 million from $1.595 million.
- Foreign-currency translation adjustments were a negative $1.268 million in 2014, compared with positive $0.487 million in 2013. Management said exchange-rate movements negatively affected 2014 operating results.
- Eltek invested in manufacturing equipment and began implementing a new ERP system in 2014, with implementation expected in 2015. It reported effective disclosure controls and effective internal control over financial reporting as of year-end; the external auditor did not audit internal controls.
Outlook, risks, contingencies and unusual items
- Outlook and capital expenditure: Management expected approximately $2.2 million of 2015 capital expenditures, primarily for manufacturing capacity and technology upgrades in Israel and Germany. It expected operating cash flow, bank borrowing and supplier credit to fund requirements through 2015, but warned that liquidity could be affected by lower demand, currency movements and payment terms; financing availability and terms are not assured.
- Customer and supplier concentration: One customer group accounted for 20.6% of 2014 revenue. One supplier represented 24.1% of consolidated raw-material costs. Eltek has no long-term contracts with its key suppliers.
- Kubatronik: The German subsidiary continued to incur losses. Eltek funded €657,000 ($863,000) of its 2014 operating losses; Kubatronik owed Eltek approximately €737,000 ($895,000) at year-end. Further support or impairment may be required.
- Environmental matters: Meitav demanded NIS 1.4 million (approximately $390,000, excluding VAT) for alleged wastewater violations. Management disputed the demand and stated it did not expect to pay more than amounts provided in the financial statements. A new treatment facility was expected to become operational in the second half of 2015. Eltek also had not yet received a new business permit required following the change in control; environmental conditions could be costly.
- Other claims: Employee injury claims include approximately $200,000 sought by three employees, a $170,000 demand by another employee and other unquantified claims; insurance coverage was under review. Two former employees demanded approximately $380,000 in early 2015, and a further former-employee demand for approximately $212,000 was received April 1, 2015. A software supplier’s alleged intellectual-property claim could result in an unquantified liability. The filing describes a provision for contingent liabilities of $298,000.
- Ownership and related parties: Nistec, controlled by Yitzhak Nissan, held 50.5% of Eltek. Nissan became both chairman and CEO in October 2014. Eltek recorded $302,000 of 2014 SG&A related to related parties, including management fees paid to Nistec; management described related-party transactions as arm’s length.
- Other investor risks: Eltek cited intense competition, currency exposure, fully utilized credit lines, potential covenant or refinancing pressure, dependence on a limited customer base, geopolitical risks in Israel, and a history of inconsistent profitability. It did not expect to pay dividends in the foreseeable future.
Important facts for investors to verify
- Reconcile the filing’s conflicting FY 2013 gross-profit figures ($7.933 million in selected data versus $7.993 million in the audited statements) and its conflicting FY 2014 working-capital figures (deficit of $72,000 versus positive $3,000 in narrative disclosure).
- Review the audited statements and notes for the deferred-tax-asset valuation assumptions, the $1.634 million tax charge, and the likelihood of using tax-loss carryforwards.
- Confirm current liquidity, bank-line availability, debt maturities, collateral and covenant status, especially given the $1.129 million year-end cash balance and fully utilized short-term credit.
- Track customer orders and backlog conversion, military-sector demand, and the effect of the decline in backlog on margins and cash generation.
- Check the status and financial outcome of the wastewater-fee dispute, new treatment facility, business permit, and employee and software-related claims.
- Assess Kubatronik’s operating performance and funding needs, and monitor related-party arrangements and the controlling shareholder’s influence.
