Business context

Enphase designs and sells solar microinverters, storage, communications and related energy-management solutions. It sells primarily through distributors and installers. North American shipments of its Encharge storage systems began in Q2 2020.

Financial performance

Revenue$178.5$180.1$509.6$414.3
Gross profit$95.0$64.7$224.0$143.4

Net income$39.4$31.1$61.0$44.5
Diluted EPS$0.28$0.23$0.44$0.35
  • Q3 revenue fell 1%, primarily as global microinverter unit shipments declined 20% to about 1.443 million; storage shipments partly offset the decline. Nine-month revenue rose 23%, with microinverter shipments up 12% to about 4.543 million, reflecting U.S. growth, first-quarter customer purchases ahead of the solar tax-credit phase-down, and storage shipments.
  • Gross margin improved substantially, helped by pricing and cost management, lower unit costs, manufacturing transition to Mexico, and $23.0 million of approved tariff refunds recorded as a reduction to cost of revenue. The refund benefit is unusual and should be separated when assessing underlying margins.
  • Operating expenses rose year over year: Q3 R&D was $15.1 million, sales and marketing $14.6 million, and G&A $13.5 million. Management cited product development, customer support hiring and business expansion. No restructuring charges were recorded in 2020.
  • Nine-month other expense included a $44.3 million net charge from changes in fair value of convertible-note derivatives before their reclassification to equity in May. The nine-month income tax benefit was $12.9 million, primarily reflecting tax deductions related to employee stock compensation; Q3 had a $5.5 million tax provision.

Cash flow, liquidity and debt

  • For the first nine months, operating cash flow was $132.2 million, versus $36.8 million a year earlier; investing cash flow was negative $11.7 million, primarily capital expenditures; financing cash flow was positive $245.3 million.
  • Cash and cash equivalents were $661.8 million at September 30, 2020, compared with $251.4 million at December 31, 2019. Working capital was $593.7 million. The prior-year balance sheet included $44.7 million of restricted cash, which was no longer restricted at quarter-end.
  • Total debt carrying value was $360.1 million: $103.7 million current and $256.5 million noncurrent. The company had issued $320 million of 0.25% convertible notes due 2025; it also had $132 million principal of 1.0% notes due 2024 and $5 million principal of 4.0% notes due 2023. The 2024 notes were classified as current because holders could convert them; the carrying amount was $101.5 million.
  • After quarter-end, Enphase received a conversion request for approximately $5.4 million principal of 2024 notes and elected to settle principal in cash and any excess in shares, with settlement expected in December 2020. Management stated that cash and operating cash flow should cover anticipated needs for at least 12 months and thereafter for the foreseeable future, while noting COVID-19 and other uncertainties.

Outlook, risks and contingencies

  • No numerical revenue or earnings guidance is provided in the filing. Management expected COVID-19 to continue negatively affecting sales and results for the remainder of 2020. It cited delayed or canceled installations, reduced customer activity, channel disruption and uncertain effects on supply chains and collections.
  • The tariff exclusion for certain Chinese microinverters expired August 7, 2020. Of approximately $39 million in refunds sought, $23 million had been approved and recorded through the filing date; approximately $16 million plus interest remained unrecorded pending approval. Storage, communications products and accessories imported from China remained subject to tariffs.
  • Warranty obligations totaled $43.8 million. The company recorded $7.3 million of additional warranty expense during the first nine months, primarily for prior-generation products based on field-performance analysis.
  • Contractual inventory purchase obligations were approximately $115.1 million. Operating lease liabilities totaled $16.7 million. The company reported no off-balance-sheet arrangements.
  • Legal matters include a securities class action, a shareholder derivative action stayed pending class-action dismissal motions, and a books-and-records suit. Enphase disputes the allegations and said it did not expect pending matters to have a material adverse effect, while acknowledging litigation uncertainty and potential costs.
  • Other material risks include convertible-note repayment, conversion and dilution exposure; dependence on solar demand and a limited number of customers; manufacturing and supply disruption; tariffs; and cybersecurity, natural-disaster and public-health risks. Management reported disclosure controls were effective and no material change in internal control over financial reporting.

Important facts for investors to verify

  • How Q3 margin and earnings perform excluding the $23.0 million tariff-refund credit, and whether any remaining refund requests are approved and collected.
  • Whether microinverter volumes, storage shipments and customer demand recover as COVID-19 and installation disruptions evolve.
  • The timing and cash-versus-share settlement of 2024-note conversions, and the effect of convertible notes, hedges and warrants on liquidity and diluted shares.
  • Warranty claims and costs for prior-generation products, as well as the remaining tariff, purchase-commitment and litigation exposures.
  • The sustainability of operating cash flow, particularly as prepaid safe-harbor orders are delivered and deferred revenue declines.
