Extreme Networks, Inc. — Form 10-Q Summary

Reporting period: First quarter of fiscal 2015, the three months ended September 30, 2014. Extreme Networks develops and sells network infrastructure equipment and services. Results include Enterasys, acquired October 31, 2013; the prior-year comparison does not include Enterasys and is therefore not directly comparable.

MetricQ1 FY2015Prior-year quarter
Revenue$136.3 million$75.9 million
Product revenue$102.7 million$61.0 million
Service revenue$33.6 million$14.9 million
Gross profit / margin$70.5 million / 51.8%$43.7 million / 57.6%

Net income (loss)$(19.3) million$(0.04) million
Operating cash flow$1.6 million$1.9 million
  • Revenue increased 79.5% year over year. Product revenue rose 68.2% and service revenue 126.0%; management attributed much of the increase to Enterasys.
  • Product gross margin fell to 47.4% from 54.9%, reflecting $4.3 million more developed-technology amortization, $1.4 million higher excess and obsolete inventory charges, and higher warranty costs. Service margin declined to 65.1% from 68.4%, mainly due to higher personnel, overhead, travel and purchase-accounting costs.
  • Operating expenses were $87.7 million, up 102.4%. Increases included research and development, sales and marketing, general and administrative costs, $4.1 million of acquisition and integration costs, and $4.5 million of intangible amortization. Integration costs are expected to continue through fiscal 2015.
  • Net loss per share was $0.20. Income tax expense was $1.0 million despite the pretax loss, primarily reflecting foreign taxes and tax expense related to amortizable acquisition goodwill.

Financial position and liquidity

  • Cash and cash equivalents were $74.1 million; short-term investments were $30.4 million. Combined cash and investments totaled $104.5 million, down $1.4 million from June 30, 2014.
  • Working capital was $49.6 million, down from $96.3 million at June 30. Current assets were $274.3 million and current liabilities $224.7 million.
  • Total debt was $120.8 million: $30.5 million current and $90.3 million long term. The company drew $24 million on its revolving facility for working capital during the quarter and stated that this draw had been repaid by the filing date. At quarter-end, reported availability under the revolver was $0.1 million.
  • Operating cash flow was positive $1.6 million, while investing activities used $1.0 million and financing activities provided $0.9 million. Cash increased $0.9 million during the quarter, including a negative $0.6 million foreign-currency effect.
  • Contractual cash obligations totaled $285.6 million, including $90.7 million of non-cancelable inventory purchase commitments due within one year, $120.8 million of debt obligations and $58.9 million of operating leases.

Changes, outlook and risks

  • Growth was broad geographically: Americas revenue increased 107.7%, EMEA 74.9%, and APAC 23.4%. Management cited political and economic conditions and currency weakness as factors dampening EMEA product demand.
  • Management said $104.5 million of cash and investments, together with revolving-facility availability, was expected to fund principal cash needs for at least 12 months, including repayment of the additional $24 million borrowing. It stated it expected to remain in compliance with debt covenants. No specific revenue or earnings guidance is provided in the filing.
  • Key risks include acquisition integration and realizing anticipated benefits; intense competition and pricing pressure; variable customer demand and forecasting; dependence on distributors, contract manufacturers and limited-source components; and product development, interoperability and cybersecurity risks. Results may fluctuate, and management cautions that quarterly results are not necessarily indicative of future periods.
  • Brazilian ICMS tax litigation involves an estimated potential liability range of $0–$9 million; the company identified $4.3 million as its best estimate and recorded an acquisition-date accrual. A court required a cash deposit of the full amount at issue; the company was considering an appeal. Management believed the matter would not materially adversely affect overall financial trends, but the outcome remained uncertain.
  • Other matters include patent litigation by Net Navigation, for which outcome was considered premature to assess; a Selene patent matter expected to be resolved through an RPX license and dismissal; and an early-stage Kentucky wage-and-hour lawsuit involving Enterasys. The company could not estimate possible losses for current proceedings generally.
  • Management reported disclosure controls and internal control over financial reporting were effective; the assessment was expanded to include former Enterasys operations.

Investor verification priorities

  • Separate acquisition-driven growth from underlying organic performance, and assess whether integration costs and operating expenses can be absorbed as expected.
  • Track gross-margin recovery, especially product amortization, inventory charges and warranty costs.
  • Verify debt, revolver availability, covenant compliance and repayment status of the $24 million draw, given limited reported facility availability at quarter-end.
  • Monitor cash conversion, working-capital movements and the $90.7 million near-term inventory commitments.
  • Follow the Brazilian tax assessment and required deposit, as well as the outcomes of the Kentucky and patent matters.
  • Assess customer and distributor concentration: Tech Data and Westcon represented 14% and 13% of quarterly revenue, respectively.
