Fingermotion, Inc. annual report, FY2023

FingerMotion, Inc. — FY2023 Form 10-K Summary

Reporting period: Fiscal year ended February 28, 2023; comparisons are to the year ended February 28, 2022. This is an annual report, not a standalone calendar fourth-quarter report. Amounts are U.S. dollars.

Business context

FingerMotion is a Delaware holding company whose China-based mobile data and telecommunications operations are conducted substantially through subsidiaries and a contractually controlled variable interest entity (VIE). Its main activities are telecommunications products and services, bulk SMS/MMS, and early-stage big-data analytics through Sapientus. Its video-game division is inactive. Revenue is concentrated in relationships with China Mobile and China Unicom.

Telecommunications products and services revenue rose 212% to $27.01 million. SMS/MMS revenue fell 53% to $6.61 million, which management attributed in part to challenges during China’s COVID outbreak. Big Data revenue increased to $437,500 from $131,418, including further Pacific Life Re project work. Cost of revenue rose 58% to $31.74 million, faster than revenue. Operating expenses increased 17% to $8.98 million; share-based compensation expense was $2.02 million, up from $777,576. Other expenses were $872,772, including $566,083 of interest expense.

Cash and cash equivalents were $9.24 million at year-end, versus $461,933 a year earlier; working capital was $15.23 million. Total assets were $17.55 million, total liabilities $4.57 million, and shareholders’ equity $12.97 million. Cash used in operating activities was $8.61 million, compared with $5.85 million; investing activities used $74,817. Financing activities provided $17.34 million, principally from $12.02 million of common-stock proceeds and convertible-note proceeds. The cash increase therefore depended on external financing despite operating cash outflow.

Year-end convertible notes payable totaled $3.26 million ($730,000 current and $2.53 million noncurrent). Subsequent to year-end, the company reported that the primary lender’s remaining convertible debt was eliminated by conversions and payment on or about April 6, 2023; it also repaid a separate $730,000 convertible note on April 28, 2023.

Material changes and unusual items

  • Revenue growth was driven primarily by telecommunications activity, while SMS/MMS declined and gross margin compressed materially.
  • The company raised $12.02 million through common-stock sales during FY2023 and issued shares for services and through warrant exercises and note conversions. Shares outstanding increased from 42.63 million to 49.43 million by year-end; 51.99 million were outstanding on May 22, 2023.
  • The August 2022 secured convertible note had default events associated with private placements. The lender had rights to demand an increased mandatory default amount and potentially convert at a discounted price. The filing says the lender did not demand acceleration at year-end; subsequent conversions and payment reportedly extinguished the remaining debt in April 2023.
  • The independent auditor issued an unqualified opinion on the financial statements but included a substantial-doubt-about-going-concern paragraph. Management cited recurring losses, the need for additional financing, and the need to reach profitability.
  • Management concluded disclosure controls were not completely effective and identified material weaknesses in internal control over financial reporting: lack of written control documentation and limited segregation of duties and oversight due to limited personnel. No auditor attestation on internal controls was required.

Outlook, commentary, and principal risks

No quantified financial guidance is provided. Management expects telecommunications revenue to grow further as additional funds are deployed into mobile recharge operations, which require deposits with telecom providers. It says cash, short-term investments and operating revenues are expected to fund requirements for at least 12 months, while also stating that substantial growth will require additional capital and that financing may not be available on acceptable terms. The company is developing its RCS messaging platform and Sapientus analytics business; commercialization and future returns are uncertain.

  • China and VIE exposure: Investors own shares in the Delaware holding company, not the VIE. The VIE agreements have not been tested in court, and PRC authorities could challenge them or restrict operations. The filing describes new CSRC overseas-listing filing requirements effective March 31, 2023, potentially relevant to future securities offerings.
  • Customer concentration and funding needs: A substantial amount of revenue depends on China Mobile and China Unicom. Growth in recharge activity requires additional deposits, creating potential reliance on equity or debt financing and dilution.
  • Regulatory, data, and currency risks: PRC rules on data security, privacy, telecommunications, cross-border transfers, currency conversion, and remittances may change or be enforced unpredictably, affecting operations and the ability to move funds offshore.
  • Audit access and listing risk: FingerMotion reported prior SEC identification under the HFCAA. The PCAOB stated in December 2022 that it had secured complete access to inspect firms in mainland China and Hong Kong and vacated its prior determinations; future access and the consequences of any renewed restriction remain risks under the amended HFCAA.
  • Other risks: The company cites ongoing losses, cybersecurity and service disruption, limited operating history, competition, key-personnel dependence, volatile and potentially illiquid shares, and possible further shareholder dilution. No material legal proceedings were reported.

Important facts for investors to verify

  • Whether operating cash burn, recurring losses, and financing needs are consistent with management’s stated expectation of funding operations for at least 12 months.
  • The status and terms of all debt after the April 2023 conversions and repayments, including any default-related amounts, and whether any obligations remain.
  • The sustainability and profitability of telecom revenue growth, the reasons for SMS/MMS declines, and the degree of dependence on China Mobile and China Unicom.
  • The enforceability and practical operation of the VIE arrangements, required CSRC filings for future offerings, and any changes in PRC permissions or regulatory requirements.
  • Remediation of the disclosed internal-control material weaknesses and the basis for the difference between the $2.02 million stock-compensation expense in the income statement and $2.36 million share-based-compensation adjustment in the cash-flow statement.
  • Potential dilution from warrants, options, equity plans, consulting-share issuances, and any additional financing; the filing reported 51.99 million common shares outstanding as of May 22, 2023.
