- Total liabilities were $127.6m; the company reported no borrowings. Its bank credit facility provided up to $10.0m, with $9.8m available after standby letters of credit. The facility was due to mature August 22, 2014; the company was in covenant compliance, with a 3.6:1 ratio versus a 1.75:1 minimum.
- Six-month financing cash outflow was $55.7m, primarily due to $54.8m of share repurchases. Cash declined by $31.2m over the six months.
- Stockholders’ equity was $404.8m, compared with $494.2m at December 31, 2013. Goodwill was $198.1m.
Material changes and management commentary
- Q2 revenue declined 6%; first-half revenue was down 1%. Video products fell 32% in Q2 and 19% in the first half. Management attributed weakness mainly to customers delaying purchases while awaiting the VOS virtualized platform, UltraHD, and HEVC products.
- Cable edge products grew 125% in Q2 and 76% in the first half, driven largely by NSG products, including NSG Pro. Service and support revenue increased 13% and 8%, respectively.
- Gross margin declined, which management attributed to lower sales of higher-margin video products, relatively lower software and firmware revenue, and the growing share of cable edge products, including NSG Pro before full cost optimization.
- Comcast represented approximately 19% of revenue in both Q2 and the first half, versus 11% and 10% in the comparable 2013 periods. The top ten customers accounted for about 40% of revenue in both 2014 periods.
- The net loss included income tax expense of $28.4m in Q2 and $26.6m for the first half, despite pretax losses. The first-half tax expense was primarily driven by a $24.5m increase in the valuation allowance on U.S. federal and state deferred tax assets, reflecting recent losses and lower-than-expected Q2 results. Further increases could occur over the next 12 months.
- First-half operating cash flow included substantial noncash adjustments, notably $27.4m of deferred tax adjustments. Management said cash and investments were expected to cover contemplated requirements for at least 12 months.
- The company repurchased $54.8m of stock in the first half. The board had authorized a further $80m under the program in May and extended it through 2016; $107.0m remained authorized at June 27.
Outlook, risks, and contingencies
- No specific revenue or earnings guidance was provided. Management noted that results are not necessarily indicative of full-year results and that customer spending, large transactions, seasonality, and purchase timing can cause substantial quarterly fluctuations.
- Key risks include customer delays during technology transitions, adoption and timely delivery of VOS, HEVC, UltraHD, and CCAP products, intense competition and pricing pressure, customer concentration, and reliance on capital spending in served industries.
- Other disclosed exposures include international operations and currency movements, reliance on limited suppliers and contract manufacturers, and business disruption risks relating to Ukraine and Israel.
- In Avid litigation over Media Grid, a jury found for Harmonic in February 2014; Avid indicated it intended to appeal. In a separate Avid case concerning Spectrum, the PTAB’s July 10, 2014 decision found claims 1–10 invalid and claims 11–16 not invalid. Harmonic said litigation outcomes and potential losses could not be reasonably estimated; an adverse outcome could involve damages, royalties, or restrictions on product sales.
- Other commitments included $24.5m of non-cancelable supplier purchase commitments and $53.2m of future minimum operating lease payments. The company reported no off-balance-sheet arrangements.
Important facts for investors to verify
- Whether deferred customer purchases convert to sales as VOS, UltraHD, HEVC, and CCAP offerings become available, and the resulting revenue and margin mix.
- How dependence on Comcast and other major customers, and the roughly 40% top-ten customer concentration, evolves.
- Whether operating performance supports realization of deferred tax assets, and whether additional valuation allowances or tax reserve changes arise.
- Status of the credit facility following its stated August 22, 2014 maturity, including any renewal or replacement.
- Developments in both Avid matters, particularly any appeal or litigation consequences relating to Spectrum claims 11–16.
- Cash levels and the pace of repurchases, given the cash decline and ongoing authorization.
