Material Changes vs. Prior Period
- Revenue Growth: Net sales increased 10% ($319 million) year-over-year. This was driven by a $371 million volume increase and $270 million from acquisitions, partially offset by a $232 million reduction from disposed businesses (primarily Automotive safety restraints) and lower selling prices.
- Profitability: Operating income rose 23% to $439 million. The operating margin expanded to 12.0% from 10.7%, aided by Six Sigma productivity initiatives which improved the sales-to-cost relationship by 5.9%.
- Segment Performance:
- Aerospace: Sales up 23% and operating income up 49%, driven by strong aftermarket demand and acquisitions (Grimes, Banner).
- Engineered Materials: Sales up 12% and operating income up 33%, boosted by the Astor acquisition and lower raw material costs.
- Automotive: Sales down 13% and operating income down 43% due to the divestiture of the safety restraints business. Excluding this divestiture, sales were up 13%.
- Balance Sheet: Total debt decreased by $258 million compared to year-end 1997, despite issuing $408 million in new long-term debt, due to significant commercial paper reductions and debt repayments. Cash and short-term investments declined by approximately $504 million due to acquisitions, debt reduction, and stock repurchases.
Outlook, Risks, and Unusual Items
- Acquisitions and Divestitures: The company acquired Banner Aerospace's Hardware Group and PacAero unit (valued at ~$350 million in stock) and Tensor Inc. It also sold its underwater detection systems business for ~$70 million cash.
- Capital Allocation: The company repurchased 7.0 million shares of common stock for $284 million. Capital expenditures were $124 million for the quarter.
- Year 2000 Compliance: Management has initiated a plan to address Year 2000 issues in information systems, targeting completion by December 31, 1998. Costs are not expected to have a material adverse effect on operations. Assessment of production and facility equipment is ongoing.
- Tax Rate: The effective tax rate decreased to 31.5% from 33.6%, attributed to increased energy tax credits and favorable tax audit developments.
Investor Verification Checklist
- Verify the impact of the Automotive safety restraints divestiture on future segment comparability.
- Confirm the integration progress and financial contribution of recent acquisitions, specifically Grimes Aerospace, Banner, and Astor Holdings.
- Monitor the Year 2000 remediation costs for production and facility equipment, as these are not yet fully estimated.
- Review the debt maturity profile given the issuance of $400 million in new long-term debt during the quarter.
- Assess the sustainability of the 12.0% operating margin given the mix of high-margin Aerospace growth and lower-margin Automotive operations.
