InterDigital, Inc. — FY 2016 Form 10-K
Reporting period: Fiscal year ended December 31, 2016. This is an annual report; selected fourth-quarter results are included below. InterDigital develops wireless technologies and monetizes a portfolio of approximately 20,000 patents and patent applications, primarily through licensing.

| Cash and short-term investments | $952.8 million | $933.7 million |
| Working capital | $795.6 million | $611.0 million |
Total revenue rose 51%, largely because the Apple and Huawei agreements generated substantial past royalties. Recurring revenue fell 4%, reflecting lower per-unit royalties, partly offset by higher fixed-fee amortization. The filing reports no separate gross-margin measure. Operating expenses declined 2% to $228.5 million. The 2016 effective tax rate was 27.7%, including benefits from domestic production deductions; the income tax provision included a $23.6 million net discrete benefit related primarily to prior-year deductions.
Fourth-quarter 2016 revenue was $273.9 million and net income attributable to InterDigital was $136.5 million, or $3.98 diluted EPS. Comparable fourth-quarter 2015 amounts were $112.1 million, $33.0 million, and $0.92, respectively.
Liquidity, debt and capital allocation
- Year-end cash and short-term investments totaled $952.8 million. Management stated that available funds and operating cash generation should cover operations, capital requirements, debt obligations, the repurchase program and dividends for the next 12 months.
- Operating cash flow increased to $430.8 million, principally because of higher cash receipts under 2016 licensing agreements. Cash receipts from licensing and technology solutions were $719.9 million.
- The $230 million 2.50% convertible notes due 2016 were repaid in March 2016. The remaining 1.50% convertible notes due 2020 had $316 million principal outstanding and a $272.0 million balance-sheet carrying value at year-end.
- Investing activities used $219.0 million; financing activities used $317.9 million. The company spent $64.7 million on share repurchases and paid $31.1 million in dividends. FY 2016 dividends declared were $1.00 per share; the quarterly rate increased to $0.30 in the second half.
- Deferred revenue was $621.2 million, primarily reflecting fixed-fee and prepaid royalties to be recognized over time. The filing states that amortizing deferred revenue does not itself generate future cash flow.
Material changes and business developments
- InterDigital signed a multi-year worldwide 3G/4G license with Huawei in Q3 and a multi-year worldwide license with Apple in Q4. 2016 revenue included $154.8 million from Huawei, including $121.5 million of past royalties, and $169.3 million from Apple, including $141.4 million of past royalties.
- The Apple agreement covers cellular and wireless-enabled products, including future generations, and may extend up to six years; Apple may terminate certain rights and obligations after September 30, 2021. The agreement changes the company’s Pegatron-related royalty stream for Apple products during the license term.
- Revenue concentration increased: Apple, Huawei, Pegatron and Samsung contributed approximately 25%, 23%, 20% and 10% of 2016 revenue, respectively. Per-unit variable royalties remained exposed to licensee shipments, particularly Taiwanese licensees.
- InterDigital acquired Hillcrest Labs on December 20 for approximately $48 million in cash, expanding into sensor processing and sensor fusion. The preliminary allocation included $36.2 million of patents/existing technology and $16.2 million of goodwill.
- Year-end cash and investments were broadly stable despite repayment of the 2016 notes, buybacks, dividends and the Hillcrest acquisition. Operating cash flow benefited from the timing and structure of new license receipts.
Outlook, risks and contingencies
- No formal revenue or earnings guidance was provided. Management expected fixed-fee royalties to represent a larger share of recurring revenue in 2017 and anticipated continuing quarterly dividends comparable to $0.30 per share, subject to Board review.
- Two license agreements were scheduled to expire in whole or in part during 2017; together they generated $17.7 million of 2016 revenue. One had a $71.6 million prepaid balance that could be recognized at expiration if the agreement is not renewed or amended. Samsung could terminate certain rights after 2017.
- Revenue recognition is subject to significant judgment in allocating consideration among elements of complex licensing agreements. The company expected the revenue standard effective in 2018 to affect both fixed-fee and per-unit licenses, potentially changing timing and increasing period-to-period volatility.
- Material risks include dependence on a small number of licensees, shipment and renewal uncertainty, patent validity and enforcement outcomes, FRAND and antitrust challenges, potentially lower royalty rates, and the cost and timing of litigation. Management also identified risks in commercializing IoT technologies and integrating Hillcrest Labs.
- Pending matters include ZTE proceedings in China, Pegatron arbitration, Asustek litigation and arbitration, Microsoft antitrust litigation, and a Taiwan Fair Trade Commission investigation. InterDigital recorded no accrual for certain disputed claims it considered reasonably possible but not probable; it could not estimate the potential loss range for the Asustek matters. The Huawei agreement settled related proceedings, but a Chinese Supreme People’s Court retrial matter remained pending.
- The auditor gave an unqualified opinion on the financial statements and internal control over financial reporting. Management reported effective disclosure controls and internal control over financial reporting.
Most important facts for investors to verify
- How much of future revenue and cash generation comes from recurring royalties versus one-time past-sales settlements, and whether the 2016 licensing cash receipts are repeatable.
- Apple, Huawei and Pegatron exposure after the new Apple agreement, including the timing and amount of royalties and the effect on Pegatron-related receipts.
- Renewal outcomes for 2017 expirations and Samsung’s post-2017 termination rights, including the potential recognition of the $71.6 million prepaid balance.
- Final Huawei patent transfers and any additional revenue recognition arising from those transfers.
- Exposure and developments in pending FRAND, antitrust, regulatory and patent proceedings, including the lack of recorded accruals for certain claims.
- Effects of the 2018 revenue-recognition standard on reported revenue, earnings comparability and volatility.
- Ability to service the $316 million principal amount of 2020 notes while sustaining dividends, buybacks and investment in research and acquisitions.
