Material changes and operating drivers

  • Q3 sales declined 7.6%; nine-month sales declined 10.8%. Materials processing remained the dominant application and fell 8.4% in Q3 and 10.6% year to date.
  • High-power CW laser sales declined 18.7% in Q3 and 20.3% year to date. Management cited lower average selling prices, weaker demand in China and Europe, and softness in cutting, welding and other applications. Systems revenue increased substantially, partly because of the Genesis acquisition.
  • Gross margin fell 8.4 percentage points in Q3 and 8.3 points year to date. Management cited lower selling prices, higher inventory provisions, reduced manufacturing-cost absorption and lower-margin Genesis systems. Inventory provisions were $7.3 in Q3 and $20.0 year to date, versus $3.1 and $9.9 in the comparable periods.
  • Operating expenses increased year over year, including higher sales and marketing costs; R&D spending also increased. Foreign-exchange effects reduced estimated nine-month sales by $40.8 and gross profit by $22.3 compared with prior-year exchange rates.
  • One customer represented 9% of nine-month sales and 29% of accounts receivable at September 30. The five largest customers represented 23% of nine-month sales.

Outlook, risks and unusual items

  • Management planned a cost-reduction program beginning in Q4 2019, targeting approximately $30 million of annualized manufacturing and operating expense reductions, with the full effect expected by the end of Q4. The plan included reducing global headcount by more than 300, a hiring freeze and possible facility consolidations. Expected restructuring charges were approximately $1 million, mostly in Q4.
  • Management expected Q4 impairment charges, primarily related to the telecommunications business. Approximately $60 million of telecom goodwill and other long-lived assets were under assessment; the filing did not provide a clear estimate of the potential charge.
  • Management expected 2019 capital expenditures below $150 million. It stated existing cash, investments, operating cash flow and credit lines provided financial flexibility and that it may continue pursuing acquisitions.
  • Key risks include cyclical demand for capital equipment, competition and sustained pricing pressure, foreign-exchange movements, customer concentration, inventory recoverability, and possible impairment of long-lived assets. Management reported no legal proceedings expected to have a material financial-statement effect and compliance with debt covenants at quarter-end.
  • The nine-month effective tax rate was 24.8%, with $8.4 of net discrete tax benefits. The company adopted the new lease standard in 2019; it recorded $26.5 of operating-lease liabilities at September 30.

Important facts for investors to verify

  • Whether the cost-reduction plan achieves its stated savings, and the associated restructuring costs and implementation effects.
  • The outcome and amount of the expected Q4 telecom impairment assessment.
  • Whether sales and gross margins stabilize amid pricing pressure and weaker materials-processing demand, particularly in China and Europe.
  • Inventory levels, further provisions, and cash conversion; operating cash flow declined year over year despite lower inventory-related cash use.
  • Collection and credit exposure related to the customer representing 29% of accounts receivable, as well as the customer concentration trend.
