Material changes and management commentary

  • Q3 sales rose 47.6%; nine-month sales rose 44.3%. Materials processing represented 95.4% of Q3 sales and 94.7% of nine-month sales. High-power CW lasers were the largest product category; nine-month high-power CW sales grew 53.7% and QCW sales grew 104.5%.
  • Management attributed growth to demand across cutting, welding, brazing and other applications, including ongoing displacement of CO2 lasers and non-laser technologies and a shift toward higher-power products. Gross margin improvement reflected lower internally manufactured component costs, improved manufacturing efficiency and product mix, partly offset by lower average selling prices.
  • Operating expenses increased in dollars, but sales and marketing, R&D, and G&A each declined as a percentage of sales over the nine-month period. Foreign-exchange losses increased to $15.6 million for nine months from $6.3 million, primarily related to euro and ruble appreciation.
  • IPG acquired Innovative Laser Technologies for $40.3 million in Q3 and OptiGrate for $16.9 million in Q2. The acquisitions added $31.3 million of goodwill; most ILT goodwill and OptiGrate goodwill are not tax deductible. The company sold its prior corporate aircraft in Q2 and purchased a replacement aircraft in Q3; a $0.2 million impairment loss on the prior aircraft was recorded in the nine-month period.

Outlook, risks and unusual items

  • No specific revenue or earnings forecast is provided. Management expects capital expenditures of $100–$110 million, net of proceeds from the aircraft sale and excluding acquisitions, and expects 2018 capital expenditures to rise as a percentage of revenue to support growth.
  • Management expects continued investment in sales and marketing, R&D, and administrative infrastructure, and plans to pursue acquisition opportunities. It says existing cash, operating cash flow and credit facilities provide flexibility to meet capital needs.
  • Key exposures include foreign-exchange movements, pricing and product mix, customer concentration, and working-capital needs. The five largest customers generated 28% of nine-month sales, and one customer represented 14%. Accounts receivable used $56.4 million of cash and inventory used $39.7 million in the nine-month period; management expects inventory to remain relatively high.
  • Inventory provisions were $13.4 million for nine months, compared with $16.2 million in 2016. Warranty accruals reached $45.0 million, versus $32.7 million a year earlier. Stock-award tax benefits reduced nine-month income tax provision by $10.9 million; management cautions that the effective tax rate may vary by quarter.
  • Management reported no ongoing legal proceedings expected to materially affect the financial statements. The filing identifies no material change to previously disclosed risk factors. Revenue standard adoption is planned for 2018 using the modified retrospective method; management does not expect a material effect on revenue amounts or timing.

Important facts for investors to verify

  • Whether demand and margin gains in materials processing, particularly higher-power lasers, persist and how lower selling prices affect profitability.
  • Customer concentration and the reported 14% contribution from one customer, along with receivables collection and inventory conversion as sales growth continues.
  • Foreign-currency sensitivity and the effects of exchange-rate movements on reported sales, costs, earnings and cash flows; no foreign-currency derivative hedges were in place at September 30.
  • Integration and returns from the ILT and OptiGrate acquisitions, including purchase-accounting assumptions and goodwill exposure.
  • Capital spending, aircraft-related borrowing and replacement costs, and continued compliance with credit-facility covenants.
