Financial position, cash flow and liquidity
- At June 30, cash and cash equivalents were $587.3m and short-term investments were $126.8m, compared with $582.5m and $106.6m, respectively, at December 31, 2015.
- Total debt was $42.4m, up from $19.7m at year-end; $3.2m was current. The company had no borrowings on its revolving credit facilities and reported $77.5m of unused credit lines and overdraft facilities.
- First-half operating cash flow was $105.3m, versus $101.4m in the prior-year period. Investing used $137.6m, including $70.9m for property, plant and equipment, $46.5m for the Menara acquisition and $20.5m of net short-term investment purchases. Financing provided $33.4m.
- Inventory rose to $241.3m from $203.7m at year-end. First-half inventory growth used $34.7m of cash. Total assets were $1.629bn and total liabilities $206.1m at June 30.
Material changes and management commentary
- Q2 sales increased 7.5%; first-half sales increased 6.0%. Growth reflected demand for high-power lasers, pulsed lasers, laser systems and telecom products. First-half sales also benefited from advanced applications, while medical-related sales and low-power lasers declined.
- Q2 gross margin edged down 0.2 percentage points year over year, with lower manufacturing-cost absorption and higher inventory provisions partly offset by efficiency and product mix. First-half gross margin improved 0.3 percentage points.
- First-half operating income fell 2.6% and attributable net income fell 1.9%. Higher sales and gross profit were offset by increased operating expenses, including R&D, and a $3.4m foreign-exchange loss versus a $5.6m gain in first-half 2015. Q2, by contrast, included a $1.6m FX gain.
- R&D expense increased 22.3% in the first half to $35.9m; management cited investment in personnel, materials and development of new products and applications.
- In Q2, IPG acquired Menara Networks’ working capital and long-term assets for approximately $46.7m. Preliminary purchase accounting included $20.0m of goodwill and $19.3m of intangible assets; the company attributed $2.3m of Q2 telecom sales to Menara.
- IPG purchased a Marlborough, Massachusetts building for $23.75m from a subsidiary of a company in which the CEO and other company insiders held shares. The price was based on an independent appraisal commissioned by the Board’s Governance Committee; the purchase was financed with an unsecured note.
Outlook, risks and contingencies
- Management expected 2016 capital expenditures, excluding acquisitions, of $100m–$110m to expand and upgrade facilities and equipment. It stated that cash, marketable securities, operating cash flow and credit facilities should provide flexibility for capital needs and potential acquisitions. No specific revenue or earnings guidance was provided.
- Key exposures include foreign exchange fluctuations, product and customer mix, average selling-price declines, inventory obsolescence, customer concentration and the timing of demand. The five largest customers generated 21% of first-half 2016 sales; no single customer exceeded 10%.
- Management reported compliance with financial covenants at June 30. A 5% change in the U.S. dollar/Euro rate applied to specified net U.S.-dollar asset balances would result in an estimated $8.7m FX gain or loss. IPG had no foreign-currency derivative hedges at quarter-end.
- Inventory provisions were $9.7m for the first half, compared with $7.0m a year earlier; management cited technological change and excess quantities. Unrecognized tax benefits were $7.6m.
- IPG reported no ongoing legal proceedings management believed could materially affect the financial statements and disclosed settlement of a patent-infringement lawsuit filed in November 2015. Management concluded disclosure controls were effective and reported no material change in internal control over financial reporting.
Important facts for investors to verify
- Whether sales momentum and demand in materials processing and telecom continue, and how much growth depends on price, product mix or the Menara acquisition.
- Whether inventory growth and provisions remain manageable as the company expands capacity and maintains short delivery times.
- Progress against the $100m–$110m 2016 capital-expenditure outlook and the resulting effect on cash generation.
- Foreign-exchange sensitivity, the decline in first-half operating income and net income, and whether higher R&D and other expenses produce expected returns.
- Final Menara purchase-price allocation, integration results, and the related-party building transaction and financing terms.
