Q2 gross margin slipped 0.4 percentage points, reflecting product mix and lower manufacturing-cost absorption; first-half gross margin improved 0.8 points on mix and better absorption. Cash, liquidity and debt at June 30, 2012: Cash and cash equivalents were $345.6m, short-term investments $9.8m, and unused credit lines and overdraft facilities $58.4m. Working capital excluding cash and short-term investments was $143.8m. Current assets were $603.0m and current liabilities $103.8m. Total borrowings were approximately $20.3m: $4.0m drawn on revolving facilities and $16.3m of term debt, including current maturities. The secured U.S. note’s interest rate was fixed at 5.0% through a swap; the note matures in June 2015. The company reported compliance with debt covenants.

First-half investing cash outflow was $20.3m, including $36.0m of capital and intangible-asset purchases, partly offset by $15.7m of investment proceeds. Financing cash inflow was $111.0m, principally reflecting $168.0m net proceeds from a follow-on offering, offset in part by the $55.4m Russian minority-interest repurchase. Cash increased $165.3m to $345.6m during the half.

Material changes and significant items

  • Materials-processing sales rose 15.5% in Q2, chiefly from high- and medium-power lasers for cutting and welding and pulsed lasers for marking and engraving. Management cited increasing fiber-laser adoption and gains against gas-laser systems.
  • On June 29, IPG repurchased Rusnano’s 22.5% interest in its Russian subsidiary for $55.4m cash. The related warrant and put and call options were terminated; the redeemable noncontrolling interest was eliminated.
  • The first-quarter follow-on public offering issued 3.25m shares and generated $168.0m net proceeds. Shares outstanding at June 30 were 51.1m, versus 47.6m at year-end 2011.
  • First-half comprehensive income attributable to IPG was $61.8m versus $70.0m in 2011, despite higher net income, largely reflecting unfavorable currency translation adjustments.

Outlook, commentary and risks

  • Management expected 2012 capital expenditures of approximately $60m, with spending on construction and facilities. It said future capital needs depend on sales, product development, global sales expansion, manufacturing capacity and market acceptance.
  • IPG expected aggregate sales and marketing, research and development, and general and administrative expenses to increase as it expanded its sales organization and invested in products and infrastructure. No specific revenue or earnings guidance was provided.
  • Management expects to maintain relatively high inventory to support growth, short delivery times and manufacturing continuity. Lower sales or slower growth could reduce inventory conversion to cash; first-half inventory increased $5.0m from year-end.
  • Foreign exchange remains a risk: the company had no foreign-currency forward contracts outstanding at quarter-end and identified exposure to major currencies, including the euro, yen, ruble and yuan. Management cautioned that currency movements could adversely affect future results.
  • The five largest customers accounted for 18% of first-half sales. A significant customer reducing purchases could adversely affect results. The business also faces risks from product mix, fixed-cost absorption, inventory obsolescence, competition and execution of expansion plans.
  • In the IMRA America patent case, a jury found no infringement in 2011; post-trial motions remained pending and appeal was possible. IPG said no loss was probable at June 30 and recorded no accrual.
  • Unrecognized tax benefits were $4.5m. The filing also reports $1.1m of auction-rate securities measured using Level 3 inputs and a $0.6m contingent purchase consideration liability.

Important facts for investors to verify

  • Whether sales growth and fiber-laser adoption continue, especially in materials processing, and how product mix affects gross margin.
  • Whether the planned approximately $60m of 2012 capital spending translates into capacity and growth without weakening cash generation.
  • The sustainability of operating cash flow, given working-capital needs, inventory levels and receivables growth.
  • The impact of the Rusnano repurchase and follow-on offering on future cash balances, share count and per-share results.
  • Currency exposure, customer concentration, covenant compliance and developments in the pending patent litigation and tax matters.
