Q3 sales rose 61.7% year over year; nine-month sales rose 77.0%. Operating margins were approximately 38.1% and 36.9%, respectively, versus 25.7% and 21.0% in the comparable periods. Nine-month net income margin increased to 24.7% from 13.6%.
For the nine months, operating cash flow was $56.0m, investing cash outflow $35.0m and financing cash inflow $31.5m. Capital expenditures and intangible-asset purchases were $34.8m. Cash increased by $48.7m to $196.6m.
Liquidity, debt and balance sheet
- At September 30, cash and cash equivalents were $196.6m, up from $147.9m at December 31, 2010. Unused credit lines and overdraft facilities were $48.4m; working capital excluding cash was $124.4m.
- Debt comprised $7.7m drawn on revolving facilities and $17.8m of term debt, including current maturities; total reported borrowings were approximately $25.6m. The principal U.S. secured note was $15.7m. IPG reported compliance with its financial covenants.
- Inventories increased to $117.3m from $72.5m at year-end, while accounts receivable increased to $80.4m from $55.4m. Management said inventory supports growth, short delivery times and supply continuity, but acknowledged that slower sales growth would slow conversion of inventory into cash.
- Current assets were $431.6m and current liabilities $110.7m at quarter-end. Management stated existing cash, operating cash flows and credit lines should meet liquidity and capital needs for the foreseeable future.
Material changes and management commentary
- Materials-processing sales drove growth, increasing 69.2% in Q3 and 84.2% for the first nine months. Management attributed this to stronger demand for high-power lasers in cutting and welding, pulsed lasers in marking and engraving, and wider acceptance of fiber-laser technology. Nine-month communications sales rose 78.6%; Q3 advanced-applications sales declined 11.7%.
- Gross margin improved with greater manufacturing efficiency and fixed-cost absorption, higher production volumes, and lower diode and internally manufactured component costs. Inventory reserve and valuation expenses also increased year over year.
- Operating expenses increased in dollars, including R&D investment and higher personnel and stock-compensation costs. Q3 general and administrative expense also rose substantially due to legal fees associated with the patent trial.
- Foreign-exchange results shifted to a $1.9m gain in Q3 2011 from a $2.1m loss in Q3 2010. IPG had no foreign-currency forward contracts outstanding at quarter-end; it continued to face currency exposure from international operations.
- Rusnano invested an additional $20m in IPG’s Russian subsidiary in June, following a $25m investment in 2010. The resulting $45m total investment is designated to fund Russian operations and expansion and is not available for use outside Russia. The interest is redeemable under specified put and call provisions and is reported as redeemable noncontrolling interest.
Outlook, risks and contingencies
- IPG expected approximately $50m of capital expenditures in 2011. Management anticipated continued increases in sales and marketing and R&D spending and moderate growth in general and administrative expense. The filing gives no specific revenue or earnings guidance.
- Management identified sensitivity to global economic activity, capital-equipment demand, order timing, customer and product mix, manufacturing capacity, fixed-cost absorption and inventory write-downs. The five largest customers represented 20% of nine-month 2011 sales, versus 19% in 2010.
- In the IMRA America patent case, the jury returned a unanimous noninfringement verdict in October 2011. The plaintiff stated it intended to seek post-trial relief and could appeal; no such action had been filed as of the report. IPG had accrued no loss because it did not consider a loss probable at September 30. The filing notes continuing intellectual-property litigation and enforcement risks.
- Other exposures include uncertain tax positions ($4.0m of unrecognized tax benefits), warranty obligations ($9.2m accrued), and $1.2m of auction-rate securities measured using Level 3 inputs. Management said warranty reserves had generally been sufficient.
Important facts for investors to verify
- Whether strong materials-processing demand and improved margins continue, and how much growth reflects end-market demand versus currency effects and production-volume absorption.
- Inventory and receivables growth, cash conversion, and the planned $50m of 2011 capital expenditures.
- Terms and potential redemption consequences of Rusnano’s put and call rights, including the restriction of those funds to Russia.
- Subsequent developments in the IMRA America post-trial process or appeal and any effect on legal costs or business operations.
- Foreign-exchange exposure, customer concentration, tax payments, and compliance with debt covenants as the business expands.
