LOGITECH INTERNATIONAL S.A. quarterly report, Q3 FY2013

Logitech International S.A. — Q3 FY2013 Form 10-Q

Reporting period: Quarter and nine months ended December 31, 2012. Financial statements are unaudited and prepared under U.S. GAAP. Amounts below are in U.S. dollars; financial figures are in millions unless stated otherwise.

Business context

Logitech designs and sells computer, tablet, audio, gaming and other peripherals, as well as LifeSize enterprise video-conferencing products. The filing describes continued weakness in PC-related markets and a strategic shift toward mobile accessories, digital audio and selected growth opportunities. Logitech decided to divest remote controls and digital video security, and plans to discontinue certain other non-strategic products by the end of calendar 2013.

Q3 sales fell 14%; nine-month sales fell 9%. Nine-month peripherals sales declined 9% and video-conferencing sales declined 3%. Tablet accessories were a notable growth category, with sales up 119% in the quarter and 143% for the nine months. Q3 gross margin fell 2.0 percentage points year over year; nine-month margin rose 1.0 point, helped by the absence of the prior-year $34.1 million Logitech Revue inventory write-down and by pricing and supply-chain improvements.

The company recorded an estimated $211.0 million non-cash goodwill impairment for video conferencing and $28.2 million of restructuring charges for the nine months. These items were major contributors to the operating and net losses. The impairment analysis was not complete at filing, and the estimate could change in Q4 FY2013. A separate $3.6 million impairment was recorded on an investment in a privately held company.

At December 31, cash and cash equivalents were $322.0 million, down from $478.4 million at March 31, 2012. Working capital was $395.7 million, versus $576.7 million at fiscal year-end. Nine-month cash flow from investing activities was $(42.8) million and financing activities was $(216.5) million; financing outflows included a $133.5 million dividend and $90.0 million of share repurchases. The company had no borrowings under its $250 million revolving credit facility or its $76.8 million of uncommitted bank lines and reported compliance with facility covenants. Total liabilities were $732.5 million; the filing does not present a conventional interest-bearing debt balance as outstanding under these facilities.

Changes, outlook and risks

  • Sales declines reflected ongoing PC-market weakness, lower OEM demand and reduced retail sales across regions. Nine-month OEM sales fell 25%; quarterly retail sales fell 14%.
  • Management attributed nine-month gross-margin improvement to the prior-year inventory adjustment not recurring and operational improvements, partly offset by product mix, a weaker euro, portfolio-simplification pricing actions and restructuring-related costs.
  • The April 2012 restructuring reduced the worldwide non-direct-labor workforce by approximately 340 employees. Management expected to complete the plan by the end of FY2013.
  • Management said existing cash, projected operating cash flow, lower expenses and available credit should fund operations for at least 12 months, while cautioning that weaker-than-expected performance or markets could require additional funding. No specific revenue or earnings guidance is stated in the provided filing text.
  • Video conferencing faced an industry slowdown, weaker demand for new launches and increased competition; management anticipated adverse effects on the segment’s outlook. Further goodwill impairment is possible.
  • Other key risks include declining demand for mature-market PC peripherals, execution and demand uncertainty in mobile accessories and digital audio, competition and pricing pressure, foreign-exchange exposure, reliance on suppliers and channel partners, and uncertain tax examinations. Unrecognized tax benefits and related interest and penalties totaled $102.5 million at December 31, 2012; unfavorable outcomes in other jurisdictions could materially affect results.
  • Ordinary-course legal claims and a small number of proceedings were pending. Logitech said it believed they lacked merit and did not expect a material adverse effect based on currently available information, but acknowledged litigation uncertainty.
  • The filing disclosed a prior-period accounting error involving deferred tax assets and retained earnings, assessed as immaterial. It also revised previously reported warranty provision and settlement detail for the first two FY2013 quarters; the revisions had no effect on reported financial statements.

Important facts for investors to verify

  • Final Q4 goodwill impairment measurement and any additional adjustment to the $211.0 million estimate.
  • Whether sales declines stabilize, particularly in OEM, mature PC peripherals and video conferencing, and whether tablet-accessory and digital-audio growth continues.
  • Actual savings, remaining costs and completion of the restructuring and planned product divestitures or discontinuations.
  • Cash generation and working-capital trends after the dividend and buybacks, alongside management’s stated 12-month liquidity outlook.
  • Developments in uncertain tax positions and other tax-jurisdiction examinations, as well as any material changes in legal contingencies.
