Changes and operating drivers

  • Revenue was nearly flat overall. Embedded device enablement revenue rose 5.7% to $5.788 million, external device enablement declined 0.3% to $3.275 million, and device management fell 11.6% to $2.139 million.
  • By region, Americas revenue increased 4.9% to $5.956 million and Asia Pacific increased 8.9% to $2.169 million; EMEA declined 12.5% to $3.077 million. Management attributed the EMEA weakness largely to lower device-management and external-device sales.
  • Gross margin improved partly because prior-year results included unfavorable purchase-price and other variances. Current-quarter margin faced pressure from lower-margin embedded products and expedited freight and fulfillment costs.
  • SG&A declined 14.0% to $4.268 million, principally due to lower professional fees after a special investigation concluded, reduced personnel costs following November 2011 restructuring, and lower travel expenses. R&D declined 5.1% to $1.609 million, mainly due to lower personnel costs.
  • Inventory increased to $7.650 million from $5.955 million, primarily reflecting purchases to support expected demand and product availability. Finished goods rose from $3.162 million to $4.872 million.

Liquidity, outlook and risks

Management stated that cash, operating cash generation and available credit were expected to fund working capital, capital expenditures and other commitments for at least the next 12 months. It also cautioned that additional debt or equity financing might be needed; availability and terms could not be assured and equity financing could dilute shareholders. No specific revenue or earnings guidance was provided.

On October 16, 2012, the company amended its Silicon Valley Bank loan agreements, effective September 30. The amendments extended revolving-line and term-loan maturities to September 30, 2014, changed interest-rate terms, and reduced the minimum tangible net worth covenant to $6.0 million. Actual tangible net worth was $12.219 million at quarter-end. Management warned that continued losses could make future covenant compliance difficult. Available revolving capacity was reported as $2.176 million, subject to borrowing-base limits; outstanding letters of credit were $0.113 million.

Management cited worldwide economic conditions, particularly in EMEA, and supply constraints as factors affecting sales. Warranty estimates may differ from actual costs; the company began offering five-year warranties on some new products in December 2011. A full valuation allowance was maintained against net deferred tax assets because of cumulative losses and uncertainty about future taxable income. The filing reported no material litigation, no material changes to the risk factors disclosed in the 2012 Form 10-K, and effective disclosure controls. The interim results are not necessarily indicative of full-year results.

Important facts for investors to verify

  • Whether revenue trends improve, especially in EMEA and the device-management product line, and whether supply constraints ease.
  • Whether the higher inventory balance converts to sales without excess or obsolete inventory charges, and whether expedited freight costs abate.
  • Operating cash generation and cash levels, given continuing net losses and the quarter’s $0.492 million operating cash outflow.
  • Compliance with the amended loan covenants, actual availability under the borrowing base, and the impact of amended interest and fee terms.
  • Potential financing needs and dilution risk if cash generation or operating performance does not improve.
