Revenue increased 11.3%, though the current quarter included one extra week. Gross margin improved 0.9 percentage points, helped by higher-margin product mix, partly offset by acquisition-related intangible amortization and a $1.0 million inventory fair-value step-up. Operating results included $13.1 million of restructuring charges; SG&A also included $4.2 million of Mindspeed acquisition costs. A $1.3 million warrant-liability gain and a $1.6 million income-tax benefit partially offset the operating loss. Discontinued wireless operations contributed a $2.1 million net loss.
Acquisition, business changes and comparative trends
- MACOM completed its Mindspeed acquisition on December 18, 2013, for $232.0 million net of cash acquired, funded with cash and revolving-credit borrowings. It assumed $76.6 million of liabilities, including $39.8 million of debt; $32.9 million of that debt was repaid during the quarter.
- Mindspeed contributed $1.3 million of revenue after acquisition. Its wireless business was classified as discontinued operations and held for sale; MACOM reported $9.0 million of assets held for sale. A sale to Intel had been announced but had not closed by the filing date.
- Preliminary acquisition accounting recorded $146.7 million of acquired identifiable intangible assets and $10.7 million of goodwill. The allocation remained subject to final valuation and tax work. Pro forma results, as if acquired at the start of the quarter and adjusted for specified transaction and other items, were revenue of $102.9 million and net loss of $8.1 million; these figures are informational, not a forecast.
- By market, Carrier Networks revenue rose 29.8% to $22.6 million and Aerospace and Defense rose 13.2% to $23.5 million. Automotive was roughly flat at $21.3 million; Multi-market declined 1.5% to $15.4 million. Enterprise contributed $0.5 million following the acquisition.
- Management attributed growth mainly to wireless backhaul, optical and radar demand; softer Multi-market demand reflected regional telecom capital-spending weakness, lower demand for certain catalog products and the ramp-down of consumer-focused products.
Cash, debt and liquidity
- Cash and cash equivalents were $66.4 million at January 3, down from $110.4 million at September 27, 2013. Cash from investing was $(237.1) million, primarily the $232.0 million acquisition payment; financing cash flow was $188.7 million, including $220.0 million of revolver proceeds.
- Total debt reported at quarter-end was $227.0 million: $220.0 million under the revolving facility and $7.0 million of Mindspeed notes payable. The facility has a $300.0 million commitment, matures in September 2018 and had $80.0 million of availability. It is secured by substantially all company assets and subject to covenants; MACOM reported compliance at quarter-end.
- The revolver carries variable interest rates. Management said interest expense should be higher following acquisition-related borrowing; a 1 percentage-point rate change on $220 million outstanding would change annual interest expense by approximately $2.2 million, assuming debt remained constant.
- Management stated cash, operating cash generation and available borrowing capacity should meet current working-capital needs for at least 12 months. The company also cited up to $5.6 million of potential technology licensing and transfer payments through July 2016.
Outlook, risks and unusual items
- No specific revenue or earnings guidance was provided. Management described long-term growth opportunities in its served markets and expects to maintain or increase R&D investment, while noting that results are not necessarily indicative of full-year performance.
- The Mindspeed integration, realization of expected synergies, restructuring execution and completion of the wireless-business sale are significant uncertainties. Restructuring costs included $11.5 million of change-in-control obligations and staffing reductions; related costs were expected to continue into the second and possibly third quarters, with payments through FY2014.
- Key disclosed risks include customer and distributor concentration, demand and order volatility, product mix and margin pressure, semiconductor cyclicality, supplier and manufacturing constraints, new-product execution, and acquisition integration. Two customers represented 47% of quarterly revenue combined; the top ten represented 64%.
- Legal matters included a CSR contract dispute alleging $2.2 million in damages and Mindspeed transaction-related shareholder suits. The Delaware settlement remained subject to court approval; California proceedings were stayed. MACOM stated it did not expect the ultimate cost of these matters to materially affect its consolidated financial statements.
- Disclosure controls were concluded effective as of January 3, 2014, but the assessment excluded Mindspeed’s internal controls. Mindspeed represented 57% of total assets and 1.5% of revenue; MACOM had begun evaluating and integrating its controls.
Important facts for investors to verify
- Final Mindspeed purchase-price allocation, acquired asset valuations, tax attributes and subsequent impairment or amortization effects.
- Integration performance, restructuring charges and cash costs, and whether the wireless-business divestiture closes on expected terms.
- Quarterly revenue comparability: the current period had an extra week and included only a short post-acquisition contribution from Mindspeed.
- Revolver balance, variable-rate exposure, covenant compliance and remaining borrowing capacity as debt and cash needs evolve.
- Customer concentration, especially the quarter’s two largest customers, and demand trends in Carrier Networks, A&D and automotive.
- Status and financial consequences of the pending litigation and the company’s ongoing assessment of Mindspeed’s internal controls.
