Q2 revenue declined 14.5% year over year; first-half revenue declined 13.0%. Q2 net income fell 75.1%. Gross margin contracted 1.9 percentage points in Q2 and 0.6 points in the first half. Management cited currency weakness, freight and warranty costs, and a $3.3 million anticipated customer credit for a disputed product-quality issue; the credit reduced revenue without a corresponding reduction in cost of revenue.

Segments, Q2 year over year: Retail revenue rose 19.1% to $131.8 million, while contribution margin declined to 12.3% from 13.3%. Commercial revenue fell 16.5% to $63.0 million and contribution margin fell to 19.9% from 22.7%. Service-provider revenue dropped 38.0% to $94.0 million; contribution margin fell to 4.1% from 10.1%. Service provider was the principal source of the overall decline.

  • First-half investing activities provided $31.8 million, primarily from net maturities and sales of short-term investments, while financing activities used $74.8 million, primarily for share repurchases. Cash and cash equivalents decreased $4.5 million during the half.
  • NETGEAR repurchased approximately 2.7 million shares for $84.6 million during the first half. The board authorized repurchases of up to an additional 3.0 million shares on July 21, 2015.
  • Management said existing cash, cash equivalents and short-term investments should cover anticipated cash requirements for at least the next 12 months. The company reported approximately $147 million in non-cancelable supplier purchase commitments and no off-balance-sheet arrangements.

Outlook, commentary and material items

  • Management expects near-term gross margin to remain relatively flat. It anticipates retail growth from 802.11ac products, home-security automation and retail cable gateways, and commercial growth from switches, storage and wireless products.
  • Service-provider demand remains weak amid lower carrier capital spending in North America and Europe and irregular customer ordering. NETGEAR is reducing costs in that business and focusing resources on LTE and longer-term profitable accounts; it expected an additional $0.3 million to $0.7 million of restructuring charges in Q3 2015.
  • The effective tax rate rose to 66.4% in Q2 and 59.7% for the first half, from 39.7% and 39.2%, respectively. Management attributed the increase to losses in a jurisdiction where no tax benefit could be recorded and a shift toward higher-tax jurisdictions.
  • First-half results included a $2.7 million litigation-reserve benefit from reversing Ericsson-related accruals. The Federal Circuit had vacated the prior Ericsson damages verdict, and the PTAB invalidated the asserted claims in March 2015; Ericsson appealed the PTAB decision.
  • Other disclosed legal matters include an Italian tax dispute, for which financial impact was not reasonably estimable, and several patent-infringement suits. NETGEAR stated that the outcomes and potential financial impacts of the newer suits could not yet be reasonably estimated.
  • Management identified competitive pricing, foreign-currency movements, carrier spending and order variability, customer concentration, product quality, component supply, third-party manufacturing, inventory forecasting and litigation as risks. The CEO was serving as interim general manager of both the retail and service-provider units.

Most important facts to verify

  • Whether service-provider revenue and contribution margins stabilize, and whether restructuring delivers expected cost alignment.
  • Whether retail growth, particularly Arlo and other home-security products, persists and supports segment profitability.
  • The recurrence and accounting treatment of the $3.3 million customer credit, along with warranty and freight costs affecting gross margin.
  • Cash deployment, including the new share-repurchase authorization, relative to supplier commitments and operating cash generation.
  • Developments in the Ericsson appeal, Italian tax proceedings and other patent litigation, including any new accruals or payments.
  • Whether the elevated effective tax rate continues and whether currency movements further affect reported revenue and margins.
