Continuing-operations sales rose 12.2%, but gross profit fell 32.6% as margins weakened. Water Transmission sales increased 5.4% to $238.5 million, while gross margin fell to 16.6% from 20.7%. Tubular Products sales grew 23.9% to $164.8 million, but gross profit dropped to $1.0 million from $13.3 million, with a 0.6% segment margin. Steel cost increases, imports, weak energy-market pricing, and inventory valuation charges pressured Tubular Products.
Fourth-quarter sales were $102.2 million, gross profit was $9.1 million, and net loss was $14.0 million. Fourth-quarter operating loss was $13.4 million, including a $16.1 million Tubular Products goodwill impairment. Quarterly figures are unaudited.
Liquidity, debt and cash flow
- Year-end working capital was $165.7 million, down from $195.4 million; cash was $0.5 million.
- Borrowings on the revolving credit facility were $45.6 million, down from $87.9 million. The company reported $61.7 million of additional availability subject to covenant compliance; the facility expires in October 2017.
- Capital lease obligations were $2.4 million. Total debt and capital lease obligations were approximately $48.0 million.
- Operating cash flow of $35.0 million benefited from lower working capital and noncash charges. Investing activities provided $15.5 million, principally from the OCTG business sale; financing activities used $50.6 million, primarily for debt repayments.
- Management expected cash, operating cash flow and available credit to cover working capital and capital expenditure needs for at least the next 12 months. Planned 2015 capital expenditures were approximately $15–16 million.
- Year-end leverage ratio was 1.48:1.0 against a maximum of 3.5:1.0; fixed-charge coverage was 3.76:1.0 against a minimum of 1.25:1.0. Management expected covenant compliance in 2015.
Material changes and unusual items
- The company sold substantially all assets and liabilities of its OCTG business on March 30, 2014, for $42.7 million consideration. Net proceeds were $29.8 million, and the sale generated a $13.5 million loss. The business is presented as discontinued operations.
- It recorded a $16.1 million impairment of all Tubular Products goodwill, citing the fourth-quarter crude-oil market downturn. Goodwill at year-end was $5.3 million, all attributed to Water Transmission.
- Water Transmission backlog was approximately $121 million at year-end, versus $103 million a year earlier; binding contracts covered about 71% as of February 20, 2015. Backlog may be delayed, reduced or cancelled.
- One customer represented 16% of 2014 continuing-operations sales and another represented 10%, creating customer-concentration exposure.
- No cash dividends were declared or paid in 2014 or 2013; the company said it did not intend to pay dividends in the foreseeable future.
Outlook, risks and contingencies
Management characterized near-term growth opportunities as challenging. It expected energy-market demand to weaken as crude-oil prices fell and U.S. rig counts declined; line-pipe demand was expected to depend on oil prices through 2015. Management also cited foreign imports and expanded domestic capacity as pricing pressures. For Water Transmission, long-term infrastructure needs may support demand, but strained public-agency budgets could weigh on near-term projects. No quantified revenue or earnings guidance was provided.
- Environmental matters: The company cannot estimate its potential share of Portland Harbor cleanup costs; no additional reserve was recorded. It funded $0.4 million for a natural-resource injury assessment, with the remaining $0.2 million paid in January 2015. A $2.6 million insurance reimbursement was received in January 2015 and recorded as a receivable at year-end. Houston-site contamination was under investigation; no estimate or reserve was recorded, and a cost estimate was expected by mid-2015.
- Internal controls: Management and the auditor reported a material weakness in controls over goodwill impairment assessment, not remediated at year-end. The auditor nevertheless opined that the financial statements were fairly presented. Management said remediation was unlikely to be complete before December 31, 2015.
- Other risks: Steel-price volatility, competitive bidding and imports, public-project delays or funding cuts, contract cost-estimation risk, customer concentration, debt covenants and working-capital needs. Portland Harbor and Houston environmental exposures and product-liability claims are additional contingencies.
Investor verification priorities
- Assess whether Tubular Products’ margins and goodwill valuation reflect sustained effects of low oil prices, reduced drilling and import competition.
- Verify the quality and conversion timing of the $121 million backlog, including the portion not yet under binding contract.
- Monitor revolver availability, covenant headroom, cash generation and working-capital requirements as orders change.
- Track remediation of the goodwill-control material weakness and any subsequent impairment or reporting effects.
- Seek updates on Portland Harbor allocation and insurance recovery, and on the Houston environmental assessment and purchaser reimbursement terms.
