ON Semiconductor Corporation — 2014 Form 10-K

Reporting period: Fiscal year ended December 31, 2014; filed February 27, 2015. ON Semiconductor designs and manufactures power-management, analog, mixed-signal, discrete, image-sensor and other semiconductor products serving automotive, industrial, consumer, communications and other markets. FY 2014 results include Aptina from August 15 and Truesense from April 30. Segment results were recast to report four groups: Application Products, Image Sensor, Standard Products and System Solutions.

Financial performance and position

MetricFY 2014FY 2013

  • Cash, cash equivalents and short-term investments totaled $517.8 million at year-end; working capital was $765.0 million. Management said available cash, operating cash flow and credit facilities should cover operating and capital needs for at least 12 months.
  • Year-end debt was $1,192.6 million, including capital lease obligations of $40.8 million; debt excluding capital leases was $1,151.8 million. The company had $350 million drawn on its $800 million revolving facility and reported compliance with debt covenants.
  • Reported free cash flow, using the company’s definition of operating cash flow less capital expenditures, was approximately $277 million. Cash flow from operations improved by about $154 million year over year.
  • Year-end total assets were $3,823.0 million and stockholders’ equity was $1,647.4 million. Inventory increased to $729.9 million from $608.8 million.

Material changes versus prior periods

  • Revenue increased 14% from 2013, primarily reflecting $262.4 million of revenue from Aptina and Truesense, as well as higher revenue in Application Products and Standard Products. System Solutions revenue declined.
  • Average selling prices fell approximately 5% year over year, offset by favorable volume and product mix. Gross margin rose 90 basis points, with management citing volume and mix, higher capacity utilization and savings from prior restructuring; acquisition inventory step-up charges of approximately $27 million partly offset the improvement.
  • By segment, 2014 revenue was $1,070.4 million in Application Products, $306.1 million in Image Sensor, $1,210.4 million in Standard Products and $574.9 million in System Solutions. System Solutions revenue fell 8%, amid weaker Japanese consumer demand and increased competition.
  • The company returned capital through repurchases of approximately 13.9 million shares for about $121 million in 2014. It announced a policy targeting return of approximately 80% of free cash flow less long-term debt repayments, subject to conditions and Board discretion, and authorized a $1 billion repurchase program over four years.
  • Quarterly results were uneven: Q4 2014 revenue was $864.2 million and net loss attributable to ON Semiconductor was $0.6 million, versus $718.0 million revenue and $37.8 million attributable net income in Q4 2013. Q4 2014 included $10.5 million of restructuring, asset impairment and other charges.

Outlook, commentary, risks and unusual items

  • Q1 2015 outlook: Revenue estimated at $840 million to $880 million; gross margin at 33.4% to 35.4%; average selling prices expected to decline approximately 2% versus Q4 2014. Beginning backlog represented about 80% to 85% of anticipated quarterly revenue.
  • Management cited continued semiconductor cyclicality, pricing pressure, customer order cancellations and inventory changes, manufacturing utilization and yield, and the execution of cost reductions as factors that could affect results. It highlighted integration and synergy risks from acquisitions, substantial debt, foreign-exchange exposure, supply-chain and natural-disaster disruptions, and customer concentration by segment.
  • Restructuring continued, particularly in System Solutions, including voluntary retirement programs and the planned KSS facility closure. The company estimated $36 million to $45 million in first-year savings from the voluntary retirement program; realization was not assured.
  • ON Semiconductor revised previously issued 2012 and 2013 financial statements for deferred-tax, foreign-currency, manufacturing-variance, hedging and inventory errors. Management said the errors were not material to the earlier periods individually, but corrected cumulative amounts in the 2014 filing; cash flows from operations were unchanged.
  • Aptina and Truesense generated acquisition-related costs, amortization and inventory step-up charges. The company recorded $9.6 million of goodwill and intangible impairment charges in 2014. A patent-infringement lawsuit filed by Collabo Innovations relates to CMOS image sensors; the company disputed the claims and said it could not estimate a possible loss or range.
  • Internal control over financial reporting was assessed as effective, but Aptina and Truesense were excluded from management’s and the auditor’s control assessment; integration of their control environments was expected by the end of 2015.

Most important facts for investors to verify

  • How much of revenue and profit growth is attributable to acquired businesses versus organic growth, and whether image-sensor integration delivers expected returns.
  • Whether the Q1 2015 revenue, margin and selling-price outlook was achieved, and how ongoing price declines affect gross margin.
  • System Solutions’ revenue and profitability trajectory, and whether stated restructuring savings are realized without disrupting operations.
  • Cash generation, inventory levels and the funding of planned capital expenditures, debt obligations and share repurchases; note that a significant portion of cash was held outside the United States.
  • Debt maturities, variable-rate exposure and covenant headroom, including the sizable 2016 and 2018 scheduled maturities disclosed in the filing.
  • Progress on acquired-business internal-control integration and the outcome or potential financial exposure of the Collabo litigation.
