Subscription license revenue fell 39% to $84.5 million; perpetual license revenue fell to $0.4 million from $7.4 million. Consulting revenue declined 13% to $53.0 million. Management said resources should fund operations and expected needs for at least 12 months.

Material changes and management commentary

  • Revenue recognized over time rose to $240.5 million from $231.3 million, while revenue recognized at a point in time fell to $84.9 million from $145.0 million, reflecting the subscription shift.
  • Consulting gross profit was negative $7.3 million, compared with positive $5.8 million a year earlier, due to lower realization rates and consultant utilization. Pega Cloud gross margin improved to 72% from 70%, which management attributed to cost efficiencies as the service scaled.
  • Operating expenses totaled $249.7 million, down 7%. Lower selling and marketing and general and administrative expense partly offset higher research and development costs and $1.5 million of restructuring expense. Q1 stock-based compensation increased to $42.6 million from $28.2 million.
  • Backlog, or remaining performance obligations, was $1.308 billion, up 11% year over year; on a constant-currency basis it was $1.336 billion, up 14%. Management expected the subscription transition to be completed in 2023, while noting transition-related effects on operating results, billings, and collections.
  • The effective tax rate was (34)%, affected by valuation allowances on U.S. and U.K. deferred tax assets and current U.S. taxes. The company said it intended to maintain full valuation allowances in those jurisdictions until realization is supported by sufficient evidence.
  • The board declared a quarterly dividend of $0.03 per share. On April 25, 2023, it extended the share repurchase program through June 30, 2024 and increased authorized repurchases to $60 million.

Risks, contingencies, and unusual items

  • Appian litigation: A Virginia court entered a $2.060 billion judgment in 2022, including jury damages, fees, and costs. Pegasystems appealed; the judgment was suspended during the appeal and secured by a $25 million letter of credit. The company disputes the claims and said it cannot reasonably estimate possible damages. No litigation loss was accrued at March 31, 2023.
  • Other legal matters and SEC inquiry: A securities class action and a derivative action were pending; the derivative matter was stayed. Beginning in March 2023, the SEC requested information, among other things, about accounting for the Appian litigation. Pegasystems said it was cooperating.
  • Q1 results included a $3.2 million gain on capped call transactions, a $2.8 million gain from repurchasing convertible notes, and $3.8 million of venture-investment fair-value gains included in other income. These items affected period-to-period comparisons.
  • Management cited risks including litigation, foreign exchange, demand and client retention, the subscription transition, cybersecurity, third-party hosting, debt covenants, and global economic uncertainty. The filing provided no specific revenue or earnings guidance.

Important facts for investors to verify

  • Progress and financial impact of the subscription transition, particularly license revenue, billings, collections, and consulting utilization.
  • Status and potential financial consequences of the Appian appeal, related securities litigation, and SEC inquiry; the ultimate exposure is not quantifiable from the filing.
  • Cash generation and liquidity relative to the 2025 note maturity, credit-facility covenants, and contractual obligations, including purchase and lease commitments.
  • Backlog conversion into recognized revenue and whether Pega Cloud growth and margin improvement continue.
  • Assumptions supporting U.S. and U.K. deferred-tax valuation allowances, and the effect of elevated stock-based compensation.
