PIXELWORKS, INC annual report, FY2022

Pixelworks, Inc. FY2022 Form 10-K Summary

Business context and reporting period

Pixelworks, Inc. filed its Annual Report on Form 10-K for the fiscal year ended December 31, 2022. The company develops visual-processing semiconductor and software solutions for the Mobile, Home & Enterprise, and Cinema markets. Revenue is primarily generated from integrated-circuit sales for smartphones, tablets, projectors, personal video recorders, and over-the-air streaming devices. Cinema revenue remains immaterial.

Pixelworks operates primarily through its Asia-centered business and subsidiary Pixelworks Semiconductor Technology (Shanghai) Co., Ltd. (“PWSH”), which functions as a profit-and-loss center for the Mobile and Home & Enterprise businesses. The company is preparing PWSH for a potential listing on the Shanghai Stock Exchange STAR Market, but approval and completion are not assured.

Mobile IC revenue increased 31% to $21.2 million, primarily from customer transitions to newer-generation products. Home & Enterprise IC revenue increased 35% to $47.0 million, driven by higher unit demand, product mix, end-of-life activity for legacy video-delivery products, and partial recovery of higher supplier costs through pricing.

Research and development expense increased 12% to $30.5 million, while selling, general and administrative expense increased 8% to $22.2 million. Research and development expense was reduced by $4.3 million in 2022 under a customer co-development agreement; the agreement does not guarantee future product purchases.

Operating cash use was driven by the net loss and changes in working capital, including a $6.7 million decrease in accrued liabilities. Investing cash use was $3.0 million, including $1.6 million for property and equipment and $1.4 million for licensed technology. Financing activities provided $11.1 million, including $10.7 million from the sale of a 2.74% interest in PWSH and $1.4 million from an employee-owned entity investment.

Accounts receivable increased to $10.0 million, with days sales outstanding rising to 54 days from 47 days. Inventories increased to $1.8 million from $1.5 million. Total liabilities were $30.1 million, redeemable non-controlling interest was $28.9 million, and total shareholders’ equity was $43.3 million. The filing does not present conventional long-term bank debt as a material financing source; contractual obligations include software-license payments, asset financing, Technology Partnerships Canada obligations, and operating leases.

Material changes versus the prior comparable period

  • Revenue increased $15.0 million, led by higher IC sales in both Mobile and Home & Enterprise.
  • Gross margin improved modestly to 51%, primarily due to product mix and lower amortization of acquired technology, partly offset by lower-margin product mix and reduced licensing revenue.
  • Engineering, license and other revenue declined by $2.4 million because of lower Mobile licensing revenue.
  • Operating and net losses narrowed, but the company remained unprofitable and generated negative operating cash flow.
  • Foreign currency translation improved accumulated other comprehensive income by $2.6 million, compared with a $0.5 million translation loss in 2021.
  • Pixelworks sold a 2.74% PWSH interest for approximately $10.7 million in August 2022. A separate agreement for approximately $14.3 million of PWSH investment closed in February 2023.
  • Common shares outstanding increased to 55.1 million at December 31, 2022 from 53.4 million at December 31, 2021, primarily reflecting employee equity issuances.
  • COVID-19-related lockdowns in China weakened Mobile demand during the second half of 2022. The company reported only mild supply-chain disruption in the first quarter and no material delivery disruption at the filing date.

Guidance, outlook, risks and unusual items

Management stated that existing working capital was expected to fund operating, investing, and financing needs for the twelve months following year-end and beyond. No quantitative revenue or earnings guidance was provided.

Management intends to qualify PWSH to apply for a STAR Market listing in 2023. If the listing is not completed by specified deadlines, investors and employee-owned entities may have redemption or repurchase rights. The applicable deadlines include June 30, 2024 for certain investors and December 31, 2024 for certain employee-owned entities. Any required redemption could require additional financing and materially reduce Pixelworks’ cash position.

Key risks include sustained operating losses, negative operating cash flow, reliance on additional financing, customer and distributor concentration, limited purchase commitments, dependence on sole-source Asian manufacturers, semiconductor-cycle volatility, declining average selling prices, rapid technological change, supply shortages, geopolitical and regulatory risks in China, foreign-exchange exposure, and potential dilution from future equity financing.

The top five end customers represented 76% of revenue in both years. Distributors represented 57% of 2022 revenue, with the largest distributor representing 29%. Sales outside the United States represented approximately 95% of revenue. The company has accumulated deficit of $451.0 million and federal, state, and foreign net operating loss carryforwards of approximately $155.0 million, $9.6 million, and $42.7 million, respectively; utilization may be limited and certain carryforwards begin expiring in 2024.

The 2022 income tax benefit of $0.9 million included a $1.8 million benefit from reversal of foreign tax contingencies and a $0.6 million deferred tax expense related to reduced realizability of Canadian deferred tax assets. Goodwill was tested during the fourth quarter and was not impaired. The independent auditor issued an unqualified opinion on the consolidated financial statements, while no auditor attestation of internal-control effectiveness was required because the company is a smaller reporting company.

Most important facts for investors to verify

  • Whether revenue growth in Mobile and Home & Enterprise continues after China’s 2022 lockdown-related demand weakness.
  • Whether Pixelworks can convert higher revenue and gross margin into positive operating cash flow and eventual profitability.
  • The amount, timing, and availability of financing required if operating cash flow remains negative.
  • The status of the PWSH STAR Market application, required approvals, listing timetable, ownership dilution, and potential redemption obligations.
  • Customer and distributor concentration, including the effect of any order reductions, cancellations, or payment delays.
  • Exposure to sole-source foundries, Taiwan and China supply-chain disruption, component shortages, and manufacturing yield issues.
  • Expiration and Section 382 limitations applicable to net operating losses and tax-credit carryforwards.
  • Potential dilution from employee equity awards, the existing at-the-market program, or future equity or convertible-debt offerings.
